Why Did You Get a 1099-R From Principal Life Insurance?

A 1099-R from Principal Life Insurance means the company paid out $10 or more from a retirement plan, annuity contract, or cash-value life insurance policy it administers for you, and it has reported that payment to the IRS.1Internal Revenue Service. About Form 1099-R, Distributions From Pensions, Annuities, Retirement or Profit-Sharing Plans, IRAs, Insurance Contracts, etc. Getting the form does not automatically mean you owe tax. It means a reportable transaction happened, and the numbers inside the boxes tell you how much of it, if any, is taxable.

What the Payment Was For

Principal administers 401(k)s, 403(b)s, pension plans, IRAs, individual and group annuities, and permanent life insurance policies with cash value. A 1099-R is generated any time money moves out of one of those products in a reportable way. The likeliest reason you got one falls into a handful of buckets.

A Workplace Retirement Plan

If your employer uses Principal for a 401(k), 403(b), or pension, any distribution triggers the form. That covers hardship withdrawals, rollovers to another custodian, required minimum distributions, and ordinary retirement withdrawals. Pre-tax accounts produce a fully taxable distribution. A qualifying Roth 401(k) distribution is tax-free, but Principal still reports the gross amount and shows zero in the taxable box.

An Annuity Withdrawal or Surrender

Non-qualified annuities are purchased with after-tax dollars, but withdrawals are not tax-free. Federal law uses an earnings-first ordering rule: every dollar you withdraw before annuitization is taxable gain until you have pulled out all the earnings, and only then do you recover your premiums tax-free.2Office of the Law Revision Counsel. 26 USC 72 – Annuities; Certain Proceeds of Endowment and Life Insurance Contracts On a full surrender, the taxable amount equals total cash received minus total premiums paid.

A Cash-Value Life Insurance Withdrawal or Surrender

If you surrendered a whole life or universal life policy, or took a partial withdrawal, you owe tax only on the amount above your cost basis, which is roughly your cumulative premiums minus any prior tax-free withdrawals or dividends.3Internal Revenue Service. For Senior Taxpayers 1 For a non-MEC policy, basis comes out first, so withdrawals stay tax-free until you have recovered every dollar of premium.

A 1035 Exchange

If you swapped one Principal contract for another insurance or annuity contract without taking cash, the exchange itself can be tax-free under Section 1035. You will still receive a 1099-R showing the full contract value in Box 1, zero in Box 2a, and Code 6 in Box 7.4Internal Revenue Service. Instructions for Forms 1099-R and 5498 If the form shows a taxable amount on what you thought was a straight exchange, either the transfer was not processed as tax-free or cash came out alongside it, and you should call Principal.

The Boxes That Determine Your Tax

The form has around two dozen boxes. Five of them do the real work.

Box 1, gross distribution. The total paid out for the year. This is the starting point, not the taxable amount. It includes both the return of your basis and any gain.

Box 2a, taxable amount. The portion that counts as taxable income. If Principal has complete records of your basis, the number here is the gain. If it doesn’t, Box 2b (“Taxable amount not determined”) will be checked, or Box 2a will be blank, and the calculation is on you.1Internal Revenue Service. Box 4, federal income tax withheld. What Principal already sent to the IRS on your behalf. This is a credit against what you owe when you file.

Box 7, distribution code. A one- or two-character code that tells the IRS why the money moved and whether the early withdrawal penalty applies. This is the single most consequential box on the form.

Boxes 14 and 15, state tax information. If state tax was withheld, Box 14 shows the amount and Box 15 shows the state. You need both when filing your state return.4Internal Revenue Service. Instructions for Forms 1099-R and 5498

What the Code in Box 7 Means

The Box 7 code is the IRS’s shorthand for how to treat the payment. These are the ones most commonly seen on a Principal 1099-R.

  • Code 7, normal distribution. Taken after age 59½. Taxable amount is subject to ordinary income tax with no early withdrawal penalty.1Internal Revenue Service. About Form 1099-R, Distributions From Pensions, Annuities, Retirement or Profit-Sharing Plans, IRAs, Insurance Contracts, etc.
  • Code 1, early distribution, no known exception. Taken before age 59½ with no exception identified by Principal. The taxable amount is hit with income tax plus a 10% additional tax.5Internal Revenue Service. Topic No. 557, Additional Tax on Early Distributions From Traditional and Roth IRAs
  • Code 4, death. Paid to a beneficiary after the account holder or policyholder died. Life insurance death benefits are generally excluded from gross income entirely. Inherited annuity distributions are taxable to the beneficiary on the gain portion for non-qualified contracts, or in full for pre-tax qualified contracts.6Office of the Law Revision Counsel. 26 USC 101 – Certain Death Benefits
  • Code 6, Section 1035 exchange. A tax-free contract-to-contract transfer. Box 2a should be zero.
  • Code D. Flags the payment as potentially subject to the 3.8% net investment income tax. Common on Principal forms because so many of its products are non-qualified contracts. Usually shown alongside another code such as 1 or 7.4Internal Revenue Service. Instructions for Forms 1099-R and 5498
  • Code W. The economic value of life insurance coverage held inside a qualified retirement plan. It appears as taxable income in Box 2a even though no cash was paid to you.

If Box 7 shows Code 1 and you qualify for an exception to the 10% penalty (disability, substantially equal periodic payments, and others, with different lists for qualified plans versus non-qualified annuities), you claim the exception on Form 5329. If Code 1 is correct and no exception applies, you can report the penalty directly on Schedule 2 of Form 1040 without filing Form 5329.7Internal Revenue Service. Instructions for Form 5329 (2025)

The Surprise Case: Life Insurance With Taxable Income

If your 1099-R came from a life insurance policy and Box 2a shows taxable income you were not expecting, two situations explain most of them.

The first is a lapse or surrender while a policy loan was outstanding. Policy loans by themselves are not taxable while the policy stays in force. But if the policy lapses or is surrendered with a loan balance, the loan is treated as a distribution, and any amount over your remaining basis becomes taxable income even though no check was issued.2Office of the Law Revision Counsel. 26 USC 72 – Annuities; Certain Proceeds of Endowment and Life Insurance Contracts

The second is modified endowment contract (MEC) status. A policy funded too aggressively in its first seven years can be reclassified as a MEC.8Office of the Law Revision Counsel. 26 USC 7702A – Modified Endowment Contract Defined Once it is a MEC, withdrawals and loans follow the earnings-first rule, so every dollar out is taxable until the gain is exhausted, and a 10% penalty applies to the taxable portion of distributions taken before age 59½.

Where the Numbers Go on Your Return

Where you report the 1099-R depends on the source of the distribution. IRA distributions go on Form 1040 Lines 4a (gross) and 4b (taxable). Pension, annuity, and life insurance distributions go on Lines 5a and 5b.9Internal Revenue Service. Instructions for Form 1040 and 1040-SR The federal tax in Box 4 goes in the payments section of your return, where it reduces the balance due or increases your refund.

If Box 2a has a number, transfer it to the taxable line. If Box 2a is blank or Box 2b is checked, you calculate the taxable portion yourself from your contract records: annual statements showing premiums paid, dividends received, and prior withdrawals. Reporting all of Box 1 as taxable when you have recoverable basis means overpaying, and the IRS will not fix that for you.

For a Code 6 exchange, still enter the form on your return, with Box 1 on Line 5a and zero on Line 5b. Leaving it off can trigger a notice, since the IRS already has the form in its system and looks for a matching entry.

If the Form Is Wrong or Never Arrives

Principal has to mail the form by January 31 following the year of the distribution.10Internal Revenue Service. Publication 1099 General Instructions for Certain Information Returns (For Use in Preparing 2026 Returns) If mid-February arrives and yours hasn’t, or the numbers look wrong, start with Principal’s customer service line and ask for a corrected form. The frequent errors are wrong basis calculations in Box 2a (especially on long-standing policies) and the wrong code in Box 7.

If Principal will not issue a correction by the end of February, call the IRS at 800-829-1040. The agency will contact Principal directly.11Internal Revenue Service. If the filing deadline is closing in and you still don’t have a correct form, file using Form 4852 as a substitute, estimating the distribution and taxable amount from your own records. If a corrected form later shows different numbers, amend the return on Form 1040-X.
