Shrinkage in accounting is the dollar difference between the inventory your books say you have and the inventory a physical count actually finds. If your records show $500,000 in stock and the count comes in at $485,000, the $15,000 gap is your shrinkage. It has to come off the books, because those goods no longer exist as a usable asset regardless of why they disappeared. Across U.S. retail, shrink recently totaled over $112 billion in a single year, with an average rate of about 1.6% of sales.
Left unrecorded, shrinkage overstates assets on the balance sheet and understates cost of goods sold on the income statement. Recording it is straightforward once you know what caused the loss, how to value it, and which system you use to track inventory.
What Causes Shrinkage
Shrinkage traces back to four broad categories, and knowing which one drives most of your loss shapes where prevention is worth the money.
Theft. Consistently the largest driver. National Retail Federation surveys show internal and external theft combined account for roughly 65% of total shrink losses. External theft draws the most attention, but internal theft by employees tends to cause higher losses per incident because employees know the systems, the blind spots, and the routines. Organized retail crime adds a wrinkle: theft rings sometimes return stolen merchandise for cash or store credit, so the original inventory disappears and a fraudulent credit further distorts the books.
Administrative errors. Miscounts at receiving, wrong SKUs or quantities entered into the system, and mishandled transfers between locations all open a gap between book inventory and shelf inventory. Return processing is especially error-prone. When returned goods go back in with wrong quantities or into the wrong location, the drift compounds and gets harder to trace.
Damage and spoilage. Broken packaging, expired goods, transit damage, and obsolescence all reduce usable inventory. Perishables are the obvious case, but non-perishable stock takes hits too, and products that go obsolete because of shifting preferences still need a write-down even though they physically exist.
Vendor and supply chain discrepancies. Shrinkage can start before goods reach the shelf. Vendors sometimes short-ship while invoicing for the full order, or send mislabeled or substituted products. Without a rigorous receiving process that verifies counts and quality against the purchase order, those discrepancies flow directly into your shrinkage totals.
How to Calculate Shrinkage
The formula is simple:
Book inventory value − Physical inventory value = Shrinkage
If the books say $750,000 and the physical count totals $735,000, shrinkage is $15,000. The hard part is getting an accurate physical count.
Full Physical Counts
A traditional stocktake counts every item at a single point in time, usually at year-end. It gives auditors and management a full snapshot, but any shrinkage during the year only becomes visible at that one moment. If theft or process errors spiked six months earlier, you’ve already lost months of investigation time.
Cycle Counting
Cycle counting rotates through portions of inventory on a regular schedule, counting different categories or locations each week or month instead of everything at once. Discrepancies surface within days or weeks, and for businesses with fast-moving catalogs that faster detection window can be the difference between catching a pattern and writing off a year of it. Most companies do both: cycle counts for operational accuracy through the year and a full physical count periodically to satisfy audit requirements.
Expressing Shrinkage as a Rate
Management usually tracks shrinkage as a percentage of sales. $15,000 in shrinkage on $1,500,000 in sales is a 1.0% shrinkage rate. The U.S. retail average has recently sat around 1.6%, though it varies by sector. Grocery and pharmacy operations tend to run higher because of spoilage; electronics retailers can run lower on a percentage basis but face higher per-unit losses from theft.
How to Record Shrinkage in the Books
The journal entry depends on whether you use a perpetual or periodic inventory system.
Perpetual System
A perpetual system tracks inventory continuously, so when a count reveals a shortfall, you need an explicit entry to pull the books back in line. Using the $15,000 example:
- Debit: Inventory Shrinkage Expense $15,000
- Credit: Inventory $15,000
The debit creates an expense on the income statement, reducing gross profit and net income. The credit removes the overstated amount from the inventory asset on the balance sheet. After the entry posts, book inventory matches the physical count.
Periodic System
A periodic system doesn’t track inventory in real time. Cost of goods sold is calculated at period-end as beginning inventory plus purchases minus ending inventory. Because ending inventory comes directly from the physical count, shrinkage gets absorbed into COGS automatically with no separate entry. The tradeoff is visibility: the loss is buried inside COGS instead of broken out, which makes it harder to spot trends or measure prevention efforts.
How Your Valuation Method Changes the Dollar Amount
The costing method affects what each missing unit is worth. Under FIFO, ending inventory reflects the most recent purchase prices, so in a rising-cost period each missing unit carries a higher dollar value. Under LIFO, ending inventory reflects older, lower costs, and the same missing unit registers as a smaller loss. In a deflationary period the effect flips. The method doesn’t change how many units are gone; it changes what each one costs you on the financial statements, which is why two companies losing the same units can report very different shrinkage figures.
Normal vs. Abnormal Shrinkage
GAAP splits shrinkage into two categories, and the split changes where the loss shows up.
Normal shrinkage is what a business reasonably expects during routine operations. A grocery store will always have some spoilage; a warehouse will always have some breakage. Expected loss is treated as part of the cost of inventory and flows through cost of goods sold as an ordinary cost of doing business.
Abnormal shrinkage is anything beyond that expected level. Under ASC 330-10-30-7, abnormal amounts of wasted material, freight, and handling costs must be charged to the current period and excluded from inventory cost. In practice, abnormal losses get reported as a separate line item on the income statement rather than folded into COGS. If a warehouse flood destroys $200,000 of inventory that would have sold over the next quarter, that isn’t a normal operating cost; separating it out keeps the gross margin from being distorted.
Whether an abnormal loss needs to be separately disclosed also turns on materiality. SEC Staff Accounting Bulletin No. 99 addresses this. A common rule of thumb treats misstatements below 5% of a benchmark like net income or total assets as immaterial, but SAB 99 warns against relying only on a percentage threshold and expects companies to weigh qualitative factors as well.
Tax Treatment of Inventory Shrinkage
Shrinkage reduces taxable income, but the IRS has specific rules about how the reduction is calculated and documented.
The default path is to let shrinkage flow through COGS. You report opening and closing inventory accurately, and the shrinkage naturally increases COGS, which lowers taxable income. The IRS requires you to take physical inventory at reasonable intervals and adjust book inventory to match.
If you want to claim a theft or casualty loss separately instead of through COGS, you have to adjust opening inventory or purchases to remove the lost items. Skip that step and you deduct the same loss twice. You also have to reduce the loss by any insurance reimbursement you receive or reasonably expect to receive.
Businesses that want to estimate shrinkage between physical counts rather than waiting for a full stocktake can do so under IRS Revenue Procedure 98-29. The retail safe harbor method, for example, applies a historical shrinkage ratio to current-period sales. Switching to an estimation method counts as a change in accounting method and requires filing Form 3115, so you can’t simply start estimating on your own.
One special provision applies to disaster losses in federally declared disaster areas. You can elect to deduct the inventory loss on the prior year’s return, which accelerates the tax benefit. If you make the election, you must reduce the following year’s opening inventory by the same amount to avoid double-counting.
Controls That Reduce Shrinkage
Prevention costs less than write-offs. Which controls are worth the investment depends on which causes drive your losses, but a few consistently work.
Barcode or RFID scanning eliminates most manual entry errors. When every movement of goods is scanned rather than typed, transcription mistakes drop sharply, and automated alerts on unusual patterns (a sudden spike in adjustments at one location, for instance) can flag theft or process breakdowns before they compound.
Role-based access controls limit who can modify inventory records, process returns, or approve write-offs. Segregation of duties keeps the person receiving goods from being the same person recording the receipt. Audit trails that log every transaction with a user ID and timestamp make it far easier to trace a discrepancy back to its source.
On the vendor side, disciplined receiving is the first line of defense. Every shipment should be counted and inspected against the purchase order before it goes into the system. Vendor scorecards that track discrepancy rates over time show which suppliers need closer scrutiny or renegotiation.
For internal theft, pre-employment background screening acts as a deterrent, and anonymous reporting channels give honest employees a way to flag suspicious behavior. Neither eliminates internal theft entirely, but both raise the cost and risk of attempting it.
