What Is Form 1099-C and How Does It Affect Your Taxes?

Form 1099-C is the information return a creditor files when it forgives $600 or more of debt you owe, and it tells the IRS to expect that forgiven amount to show up as income on your return. Canceled debt is taxable by default under the same section of the tax code that taxes wages and investment earnings.1Office of the Law Revision Counsel. 26 USC 61 – Gross Income Defined Several statutory exclusions can keep you from owing tax on it, but you have to claim them yourself. What the Form Reports and When You Get It

A creditor files a 1099-C when it cancels at least $600 of your debt and an identifiable event makes the cancellation official.2Internal Revenue Service. The form must go out by January 31 of the year after the cancellation. Debt forgiven in 2025 produces a 1099-C in your mailbox by the end of January 2026.4Internal Revenue Service. General Instructions for Certain Information Returns (2025) One important boundary: if the property securing a loan was foreclosed on and you only received a Form 1099-A, no debt has been forgiven yet, and the lender may still be pursuing the remaining balance.5Internal Revenue Service. How to Read the Boxes

Three boxes carry most of the information you need.

Box 1 shows the date of the identifiable event. That date determines which tax year the income falls into.2Internal Revenue Service. Instructions for Forms 1099-A and 1099-C

Box 2 shows the amount of debt canceled. This is the figure the IRS will look for on your return.

Box 5 is checked if you were personally liable for the debt (recourse debt). It stays unchecked for nonrecourse debt.

Box 6 contains a single-letter code explaining why the debt was canceled:

  • A — discharged in a Title 11 bankruptcy case
  • B — a receivership or foreclosure court proceeding made the debt unenforceable
  • C — the statute of limitations expired and a court upheld that defense
  • D — the lender elected a foreclosure remedy that extinguished any remaining balance
  • E — a probate court proceeding made the debt unenforceable
  • F — the creditor and debtor agreed to cancel, as in a settled credit card debt or short sale
  • G — the creditor adopted a policy to stop collecting
  • H — the debt was actually discharged before any of the events above

Code G catches people off guard. A creditor can decide to abandon a debt without telling you, and the 1099-C arrives without warning.2Internal Revenue Service. Instructions for Forms 1099-A and 1099-C

How Canceled Debt Is Taxed by Default

If no exclusion applies, the amount in Box 2 gets added to your other income and taxed at your ordinary rate. Section 61 lists “income from discharge of indebtedness” right alongside wages and business profits.1Office of the Law Revision Counsel. 26 USC 61 – Gross Income Defined You report it as other income on Schedule 1 of Form 1040.2Internal Revenue Service. Instructions for Forms 1099-A and 1099-C A $15,000 cancellation can easily add $2,000 to $3,500 to your tax bill depending on your bracket.

The rule works differently for nonrecourse debt. Because the lender’s only remedy was to take the property securing the loan, the IRS treats the full loan balance as your amount realized in a sale of that property. The result is a potential capital gain or capital loss rather than ordinary cancellation-of-debt income.6Internal Revenue Service. Recourse vs. Nonrecourse Debt (Continued) Most credit cards and personal loans are recourse. Some mortgages, depending on state law and how they were written, are not.

Exclusions That Can Keep the Debt Out of Your Income

Section 108 carves out several exceptions to the default rule.7Office of the Law Revision Counsel. 26 USC 108 – Income from Discharge of Indebtedness You have to claim them by filing Form 982 with your return.

Bankruptcy

Debt discharged in a Title 11 bankruptcy case is fully excluded from income. This covers Chapter 7, Chapter 11, and Chapter 13. There is no dollar cap and no financial test. The cancellation just has to be granted by the bankruptcy court or come out of a court-approved plan.8Internal Revenue Service. Insolvency

If your total debts exceeded the fair market value of everything you owned immediately before the cancellation, you were insolvent, and you can exclude the forgiven amount up to the extent of that insolvency.8Internal Revenue Service. Publication 4681 (2025), Canceled Debts, Foreclosures, Repossessions, and Abandonments The math is strict. If you owed $50,000 and your assets were worth $35,000, your insolvency was $15,000. If the creditor forgave $20,000, you can exclude $15,000. The remaining $5,000 is taxable.

Add up everything on both sides. Assets include bank accounts, vehicles, real estate at fair market value, and retirement accounts. Your 401(k) counts even though you would face a penalty to access it. Debts include mortgages, car loans, credit cards, and student loans.9Internal Revenue Service. What If I Am Insolvent? Qualified Principal Residence Indebtedness

Homeowners who had mortgage debt forgiven through a foreclosure, short sale, or loan modification can exclude the forgiven amount if the debt was used to buy, build, or substantially improve their main home and was secured by that home. The cap is $750,000, or $375,000 if married filing separately.7Office of the Law Revision Counsel. 26 USC 108 – Income from Discharge of Indebtedness

This exclusion does not cover home equity loans used for something other than improving the home, debt on second homes, or rental property. It also has an expiration. The exclusion covers discharges before January 1, 2026, or under a written arrangement entered into before that date.7Office of the Law Revision Counsel. 26 USC 108 – Income from Discharge of Indebtedness Unless Congress extends it, mortgage debt forgiven in 2026 or later without a pre-2026 written arrangement will not qualify. Homeowners in that spot may still be able to use the insolvency exclusion.

When you claim this exclusion, the excluded amount reduces the tax basis in your home, which can increase your taxable gain if you sell later.

Student Loan Forgiveness

The American Rescue Plan Act made all federal student loan forgiveness tax-free through December 31, 2025. Starting in 2026, the general rule flips back: forgiven student debt is taxable income.10Taxpayer Advocate Service. What to Know about Student Loan Forgiveness and Your Taxes Borrowers on income-driven repayment plans are the group most affected. After 20 or 25 years of qualifying payments, the remaining balance is forgiven, and that forgiveness now generates a tax bill.

Some forgiveness stays permanently tax-free under a separate part of Section 108: Public Service Loan Forgiveness, Teacher Loan Forgiveness, and discharges due to death or total and permanent disability.10Taxpayer Advocate Service. What to Know about Student Loan Forgiveness and Your Taxes If your loans were discharged through one of those programs, the forgiven amount is not taxable regardless of the year.

Gifts

When someone cancels your debt as a genuine gift, it is not taxable income. This is rare with commercial lenders. It comes up more often when a family member or friend forgives a personal loan. How the Exclusions Rank

When more than one could apply, the law sets an order. Bankruptcy overrides everything. If you weren’t in bankruptcy, the principal residence exclusion takes priority over insolvency unless you elect otherwise. That election matters: if insolvency would shelter more of your forgiven debt than the residence exclusion, you can choose insolvency instead.7Office of the Law Revision Counsel. 26 USC 108 – Income from Discharge of Indebtedness

Filing Your Return With a 1099-C

You have to address the form on your return either way. The IRS received a copy, and their matching system will flag any discrepancy.

If no exclusion applies, put the Box 2 amount on Schedule 1 as other income.2Internal Revenue Service. Instructions for Forms 1099-A and 1099-C If the amount is large, think about adjusting withholding or making an estimated tax payment.

If you qualify for an exclusion, file Form 982, Reduction of Tax Attributes Due to Discharge of Indebtedness, with your return.11Internal Revenue Service. About Form 982, Reduction of Tax Attributes Due to Discharge of Indebtedness (and Section 1082 Basis Adjustment) The form tells the IRS which exclusion you’re claiming and how much you’re excluding. Skip it and the IRS treats the full amount as taxable, because the automated system just matches the 1099-C against your return.

Most exclusions come with a trade-off called tax attribute reduction. In exchange for excluding the debt now, you have to reduce certain future tax benefits in an order set by Form 982, including net operating losses, credit carryovers, capital losses, and property basis.12Internal Revenue Service. Instructions for Form 982 For most individuals, the practical impact is the reduction of property basis, which can increase capital gains tax on a future sale. The principal residence exclusion is simpler: the only attribute reduced is the basis of the home.

If the 1099-C Is Wrong

Errors are common. The creditor may report the wrong amount, the wrong date, or send a form for a debt you already paid. Getting a 1099-C does not automatically mean you owe tax on the amount shown. It means you have to deal with it.

Start with the creditor. The form includes a phone number that has to connect you with someone who can help.2Internal Revenue Service. Pull together your own documentation: settlement agreements, payment receipts, statements, correspondence.

If the creditor will not correct the form, you can still file with the amount you believe is right and attach a written explanation. If a CP2000 notice arrives later proposing additional tax, respond within 30 days with your documentation.13Internal Revenue Service. Topic No. 652, Notice of Underreported Income – CP2000

What Happens If You Ignore It

Ignoring a 1099-C is one of the more expensive mistakes in this area. The IRS has the same form. When the amount is missing from your return, the automated matching system generates a CP2000 notice proposing changes. A CP2000 is a proposal, not a bill, but if you do not respond within 30 days (60 days if you live outside the United States), the IRS follows up with a Statutory Notice of Deficiency, and the proposed tax becomes much harder to fight.13Internal Revenue Service. On top of the unpaid tax, the IRS can impose an accuracy-related penalty of 20% of the underpayment. Failing to report income from an information return is one of the IRS’s specific examples of negligence that triggers this penalty. The same 20% penalty applies to a substantial understatement of tax, meaning an underpayment greater than 10% of the tax that should have been on your return or $5,000, whichever is larger.14Internal Revenue Service. Even a legitimate exclusion has to be claimed. If you qualified for insolvency or bankruptcy but did not file Form 982, you can still resolve a CP2000 by responding with the completed form and supporting documentation. Handling it on the original return is much simpler than fixing it after the fact.
