Cash pooling is a treasury technique that lets a multinational group combine the cash sitting in many subsidiary bank accounts and treat it as a single pool, so surplus in one entity offsets a deficit in another and the group earns more interest while borrowing less externally. Two structures dominate. Physical pooling moves real money into a master account each day. Notional pooling leaves every balance in place and calculates interest on the combined net position. Which one fits depends on where your entities operate, how much autonomy local finance teams need, and what the tax and banking rules allow in each jurisdiction.
How Physical Pooling Works
At the end of each business day, the pooling bank automatically sweeps surplus balances from participating subsidiary accounts into a single master account controlled by the entity designated as the cash pool leader. If a subsidiary is running a deficit, the bank pushes funds the other direction and covers the shortfall from the master. Every transfer is a real intercompany loan. The subsidiary that contributed cash is lending to the pool leader. The subsidiary that received cash is borrowing from it.
The most common variant uses zero balance accounts. The bank sweeps every participating account down to exactly zero, so all surplus goes up and all deficits get funded from the master. That produces one consolidated balance earning or paying interest at a rate no single entity could get on its own. It also strips subsidiaries of any cushion, which often creates friction with local finance teams.
A softer version sets a target balance instead of zero. Each subsidiary keeps a predetermined amount to cover expected daily operations and any bank minimum, and only the excess above target gets swept. Local entities get breathing room, but more cash sits outside the pool earning weaker rates.
Because every sweep creates an intercompany receivable or payable, the intercompany agreement has to specify repayment terms, the interest rate, and how costs and benefits are allocated. Without that documentation, tax authorities have grounds to challenge the pricing, and in an insolvency an administrator can dispute whether the transfers were loans at all.
How Notional Pooling Works
Notional pooling gets to the same interest benefit without moving any money. Every subsidiary keeps its own balance, positive or negative. The bank adds up all balances across the group and calculates interest on the net figure. If the group collectively holds $50 million in credit balances and $20 million in debit balances, the bank charges or pays interest as though there were a single $30 million deposit, and the benefit is allocated back to participants based on their contribution.
This only works if the bank has an enforceable right of offset across every participating account, so it can combine credit and debit positions if something goes wrong. Banks generally require cross-guarantees from every participant, which means each subsidiary is potentially on the hook for deficits run up by its sister companies. That exposure is the price of avoiding intercompany loans.
One point that catches treasury teams off guard: notional pooling is not permitted in the United States. U.S. banking regulations prevent banks from netting customer balances in the way notional pooling requires, and several other jurisdictions impose similar restrictions. Groups with significant U.S. operations default to physical pooling domestically and may run notional structures where local rules allow, particularly in parts of Europe.
Choosing Between Physical and Notional
The decision is often dictated by where your entities sit, but a few practical trade-offs shape it:
- Physical pooling gives headquarters direct access to cash; notional leaves funds distributed. If the group needs to mobilize large sums quickly, physical wins.
- Notional pooling lets local entities manage their own balances, which matters in joint ventures or partly owned subsidiaries where sweeping cash out could create governance problems.
- Physical pooling creates intercompany loans that need arm’s length pricing, documentation, and potentially withholding tax management. Notional pooling avoids intercompany loans entirely but introduces cross-guarantee liability and may raise the bank’s regulatory capital costs.
- Notional pooling can offset balances in different currencies without triggering foreign exchange conversions. Physical pooling can automate FX conversion on sweep, but that puts exchange rate risk on every transfer.
- If key subsidiaries sit in jurisdictions that prohibit notional pooling, the choice is made for you.
Many large groups run hybrid structures: physical pooling in the U.S. and other restricted markets, notional pooling in European jurisdictions that allow it.
Transfer Pricing on Intercompany Interest
Physical pooling produces intercompany loans, and tax authorities in every major jurisdiction expect those loans to carry the interest rate unrelated parties would agree to. In the U.S., Treasury Regulation Section 1.482-2 requires the rate to reflect what an independent lender would charge given the loan amount, duration, security, and the borrower’s creditworthiness.1eCFR. 26 CFR 1.482-2 – Determination of Taxable Income in Specific Situations The regulation includes a safe harbor: if the rate falls between 100% and 130% of the applicable federal rate, the IRS generally will not challenge it.2Internal Revenue Service. 26 CFR 1.482-0 – Outline of Regulations Under 482
“Creditworthiness” is doing real work in that rule. Tax authorities expect the rate to reflect the borrowing subsidiary’s standalone credit profile, meaning what it would pay on its own without parental backing. A thinly capitalized entity that could not borrow independently at prime rates should not pay an intercompany rate that assumes it could, unless the parent has provided a formal, documented guarantee.
OECD Guidance on Cash Pool Compensation
The OECD’s 2020 transfer pricing guidance on financial transactions addresses cash pooling directly. It takes the position that a cash pool leader performing standard coordination functions, such as maintaining the master account, executing sweeps, and tracking balances, is doing routine work and should receive limited compensation, typically a service fee rather than a share of the interest spread.3OECD. The harder question is how the synergy benefit, the interest savings the group earns by pooling, gets divided among participants. The OECD’s principle is that every pool member should end up better off than if it had borrowed or deposited independently, which in practice means each subsidiary should get a better rate on both its credit and debit positions than it could negotiate alone.3OECD. Withholding Tax on Cross-Border Interest
When a pool crosses borders, intercompany interest payments can trigger withholding tax. The U.S. imposes a statutory 30% withholding rate on interest paid to foreign persons, including foreign corporations, under Sections 1441 and 1442 of the Internal Revenue Code.4Internal Revenue Service. Bilateral treaties often reduce the withholding rate on interest to 15%, 10%, or zero. Claiming the reduced rate requires proper documentation, typically a Form W-8BEN-E from the foreign entity establishing treaty eligibility. Without the form on file before the payment, the full 30% applies.6Internal Revenue Service. Section 385: Debt Recharacterized as Equity
The intercompany loans a physical pool produces carry a subtler risk. The IRS can reclassify them as equity contributions. Section 385 authorizes Treasury to issue regulations determining whether a corporate interest is debt or stock, listing factors that include an unconditional promise to repay a fixed sum, the borrower’s debt-to-equity ratio, and convertibility to stock.7Office of the Law Revision Counsel. 26 USC 385 – Treatment of Certain Interests in Corporations as Stock or Indebtedness
If a pool advance is reclassified, interest deductions the borrower claimed get disallowed, and what looked like interest may be recharacterized as dividends, which can shift withholding tax obligations and create double taxation. Treasury issued detailed documentation requirements in 2016 and then removed them in 2019.8Federal Register. Removal of Section 385 Documentation Regulations Section 385 itself still stands, and the IRS can still challenge intercompany debt under common-law debt-equity factors. The best defense remains clear loan agreements with fixed repayment schedules and arm’s length interest rates.
Section 956: When a CFC Lends Into a U.S. Pool
Cash pooling can create an unexpected tax hit when a controlled foreign corporation lends money into a U.S. pool. Under Section 956, when a CFC holds an obligation of a U.S. person, including a loan to a U.S. affiliate through a pool, that obligation counts as United States property.9Office of the Law Revision Counsel. 26 USC 956 – Investment of Earnings in United States Property The U.S. shareholder of the CFC can face a deemed income inclusion based on the CFC’s investment in that property, measured as the average amount held at the close of each quarter.
The Tax Cuts and Jobs Act softened this considerably. Regulations finalized in 2019 generally give corporate U.S. shareholders’ Section 956 inclusions the same participation exemption available under Section 245A for actual dividends, which in most situations eliminates the additional tax that Section 956 previously triggered for corporate shareholders. The relief is not absolute. If the CFC has U.S.-source earnings, a portion of the deemed dividend may still be taxable. Individual U.S. shareholders of CFCs do not get the Section 245A deduction at all, so for non-corporate structures Section 956 remains a live issue.
Insolvency and Cross-Guarantee Exposure
Cash pooling ties the financial fates of participating entities together, and that linkage becomes dangerous when one participant hits trouble. The specific risk depends on the structure.
In a physical pool, every transfer creates a bilateral loan relationship. If the cash pool leader becomes insolvent, subsidiaries that contributed cash are unsecured creditors of the leader and get in line with everyone else. If a borrowing subsidiary becomes insolvent, the pool leader has to pursue that specific entity, with no automatic claim against healthy sister companies unless separate guarantees exist. In some jurisdictions, an insolvency administrator can claw back repayments the insolvent entity made to the master account in the period before proceedings opened.
Notional pooling creates a different and potentially worse exposure. Because the bank holds a right of offset across all accounts, it can seize a solvent subsidiary’s credit balance to cover a defaulting subsidiary’s debit balance. The solvent entity loses its cash and has no automatic contractual right against the sister company that caused the problem. Contribution and indemnity agreements between participants are supposed to provide a recovery path, but banks commonly require that their own claims take priority, so the bank is paid in full before any subsidiary can assert rights against another.
Directors of subsidiaries participating in pools need to pay attention here. In many jurisdictions, allowing a subsidiary to join an arrangement that could jeopardize its solvency exposes directors to personal liability. The standard protection is to cap each subsidiary’s exposure at an amount that will not push it below minimum capital requirements, though negotiating that cap with the pooling bank is often easier said than done.
What Setting One Up Involves
Building a cash pool typically takes several months and runs treasury, tax, legal, and banking workstreams in parallel. The starting point is mapping the group’s existing cash positions to identify which entities generate persistent surpluses, which run chronic deficits, and which swing between the two. That analysis sets the potential interest savings and identifies who is worth including. Not every subsidiary should join: entities in jurisdictions with capital controls, thin capitalization rules, or restrictions on intercompany lending may cost more to include than they contribute.
Structural decisions follow: physical or notional, single-currency or multi-currency, single-bank or multi-bank. Regulatory restrictions narrow the options quickly. Bank selection matters more than treasury teams often expect, because the pooling bank needs branches or correspondents in every relevant jurisdiction, the technology to execute automated end-of-day sweeps reliably, and the willingness to structure the offset or guarantee framework the pool requires. Switching banks after implementation is painful.
Documentation is the final phase. The master agreement with the bank defines sweep mechanics, interest calculation, offset rights, and default procedures. Separate participation agreements bind each subsidiary and authorize the pool leader to move or offset its funds. Intercompany loan agreements specify arm’s length interest rates, repayment terms, and allocation methodology. Where notional pooling is used, legal opinions confirming the enforceability of the right of offset in each relevant jurisdiction are standard practice, because banks will not net the balances on their books without that assurance.
