What Is a Commodity Fund? Structures, Exposure, and Taxes

A commodity fund is a pooled investment vehicle that gives you exposure to physical goods like oil, gold, and agricultural products through financial instruments rather than direct ownership. Most commodity funds use futures contracts to track prices, some hold the physical metal in a vault, and others buy shares of the companies that produce or process the raw materials. The appeal is diversification: commodity prices tend to move on different forces than stocks and bonds, which makes these funds useful as inflation hedges and volatility dampeners inside a broader portfolio.

The catch is that the label “commodity fund” covers products that behave very differently from each other. Two funds tracking the same commodity can deliver returns that diverge by double digits over a year because of how they’re structured, what they actually hold, and how they’re taxed. Understanding those differences before you buy is the difference between owning what you think you own and being surprised at tax time.

What Commodity Funds Hold

Commodity exposure typically breaks into three big sectors. Energy is the largest by trading volume and includes crude oil, natural gas, gasoline, and heating oil. Prices in this sector respond to geopolitical events, production decisions by major exporters, and seasonal demand.

Metals divide in two. Precious metals like gold, silver, and platinum attract buyers during economic uncertainty because of their reputation as stores of value. Industrial metals like copper, aluminum, and zinc track global manufacturing and construction, which makes them sensitive to the economic cycle.

Agricultural commodities include grains like corn, wheat, and soybeans, along with coffee, sugar, and cotton. Weather, planting cycles, and trade policy drive prices, and short-term volatility here can be extreme.

Some funds spread across all three sectors through a broad index. Others concentrate on a single commodity, which is a very different risk profile. A natural gas fund is a pure bet on one famously volatile market; a broad-based commodity index fund spreads the risk, though even those can tilt heavily toward energy depending on the benchmark.

The Structures You Can Buy

Commodity funds come in several legal wrappers, and the wrapper drives access, liquidity, and taxes.

Exchange-Traded Funds

Commodity ETFs trade on stock exchanges throughout the day, just like shares of any company. Most use futures contracts to replicate commodity price movements; a subset holds physical assets. ETFs are the most accessible entry point for individual investors, since you can buy a single share through any brokerage account. Expense ratios generally run higher than broad stock index funds, often between 0.50% and 1.00%, though some physically backed gold ETFs charge less.

Exchange-Traded Notes

An ETN is a debt instrument issued by a bank, with its return tied to a commodity index. The critical difference from an ETF is structural: an ETN holds no actual commodity assets. Your return depends entirely on the issuing bank’s promise to pay. If the bank defaults, you can lose your entire investment regardless of how the underlying commodity performed. ETNs also fall outside the protection of the Securities Investor Protection Corporation, since they are unsecured debt rather than holdings in a segregated fund.

Mutual Funds

Commodity mutual funds invest in futures contracts, commodity-linked derivatives, or stocks of producers. They price once daily at market close, so you lose the intraday flexibility of ETFs, but the structure is familiar to retirement account investors. Some actively managed versions try to time the futures curve or rotate between sectors, adding manager risk on top of the commodity exposure itself.

Commodity Pools

Commodity pools are private investment partnerships that trade futures and options, often using leverage and short positions. They’re reserved for wealthier investors. Most require you to qualify as an accredited investor, which means a net worth above $1 million (excluding your primary residence) or annual income above $200,000 individually, or $300,000 with a spouse, for each of the prior two years with a reasonable expectation of the same going forward.1Securities and Exchange Commission. How the Fund Actually Gains Exposure

The method a fund uses to track a commodity affects your returns more than most investors realize.

Futures Contracts

The majority of large commodity funds buy and sell futures contracts rather than owning physical commodities. A futures contract locks in a price for a specific quantity of a commodity on a future date. The fund never takes delivery of actual oil barrels or bushels of wheat. It simply rolls from one contract to the next to maintain continuous exposure. That rolling process is where a lot of the trouble starts, as the next section explains.

Physical Holdings

Some funds, particularly those tracking gold and silver, own the actual metal. Bullion sits in insured vaults, and the fund’s share price reflects the metal’s current market value minus storage and insurance costs baked into the expense ratio. Physical funds avoid rolling costs, which is one reason gold ETFs backed by bullion have historically tracked the spot price of gold more closely than futures-based oil ETFs have tracked crude.

Equity-Based Exposure

A third approach is buying stocks of commodity-producing companies: mining firms, oil drillers, agricultural processors. This gives you only indirect exposure. A gold miner’s stock depends on management quality, debt levels, labor costs, and the broader equity market, not just the price of gold. During a market selloff, producer stocks often fall alongside the rest of the market even when the underlying commodity holds steady. If your goal is pure commodity exposure, equity-based funds are the loosest fit.

Why Futures-Based Funds Don’t Track Spot Prices

Futures-based commodity funds do not simply mirror the spot price of a commodity. The rolling process, where the fund sells expiring contracts and buys longer-dated replacements, creates a separate source of gain or loss called roll yield. This is the single most important thing to understand before buying a futures-based commodity fund, because it explains why these funds so often disappoint investors who only watched the spot price.

When longer-dated futures cost more than near-term contracts, the market is in contango. Every time the fund rolls, it sells the cheaper expiring contract and buys the more expensive replacement. That’s a losing trade. In energy markets, contango is the normal state more often than not. Even a modest rolling cost of 1% per month compounds to roughly 13% annually, which can erase spot price gains entirely or deepen losses on top of a falling commodity price.

The opposite condition is backwardation, where near-term contracts cost more than longer-dated ones. Here, rolling generates a profit because the fund sells at a higher price and buys at a lower one. Backwardation tends to appear when near-term supply is tight, like an unexpected pipeline shutdown or a drought threatening the current harvest.

The fund’s total return equals the change in spot price, plus roll yield, plus the return on collateral (typically Treasury bills held as margin). If contango drag exceeds the other two, the fund loses money while the commodity’s quoted price holds steady. Investors who don’t understand this dynamic frequently blame the fund manager when the real culprit is the shape of the futures curve.

How Commodity Funds Are Taxed

Tax treatment depends on the fund’s structure more than on the commodity itself, and the differences can affect after-tax returns by several percentage points. This is a decision you can’t undo at tax time.

Futures-Based Funds and the 60/40 Rule

Funds holding regulated futures contracts fall under Section 1256 of the Internal Revenue Code. Gains and losses are automatically split 60% long-term and 40% short-term, regardless of how long you actually held the investment.3Office of the Law Revision Counsel. 26 USC 1256 – Section 1256 Contracts Marked to Market The long-term portion gets a lower tax rate, which makes this treatment more favorable than holding stocks for less than a year. These contracts are also marked to market at year-end, meaning you owe taxes on unrealized gains annually whether you sell or not.

Most futures-based commodity ETFs are structured as limited partnerships, so you’ll receive a Schedule K-1 instead of the standard Form 1099. K-1s arrive later in tax season, sometimes not until mid-March or later, and add complexity to your return. If you use a basic tax preparation service, factor in the potential cost of handling a K-1 before buying one of these funds.

Equity-Based Commodity Funds

Funds investing in commodity-company stocks follow standard equity tax rules. Gains qualify as long-term only if you held shares for more than one year.4Internal Revenue Service. These funds issue a standard 1099, making them the simplest to handle at tax time.

Physical Precious Metals Funds

Funds holding physical gold, silver, or other precious metals get the least favorable tax treatment. The IRS classifies precious metals as collectibles. Inside a tax-advantaged account like an IRA, the collectibles rate doesn’t apply on the way in, but these funds can create complications for self-directed IRAs depending on the custodial arrangement.

Risks Worth Weighing

Commodity funds carry risks that don’t exist with stock or bond funds, and several of them are invisible in a fund’s marketing materials.

  • Contango drag. Long-term holders of futures-based commodity funds have historically underperformed the spot commodity price, sometimes dramatically. This isn’t a flaw. It’s a structural feature.
  • No income generation. Unlike stocks, which pay dividends, and bonds, which pay interest, commodities produce no cash flow. Your entire return comes from price appreciation and roll yield. In flat markets, you’re paying the expense ratio for the privilege of going nowhere.
  • Extreme volatility. Commodity prices can swing far more violently than stock indices. Oil has dropped 30% in a single month more than once. Natural gas routinely doubles or halves within a year. Position sizing matters. A 5% portfolio allocation is a very different risk profile than 20%.
  • Counterparty risk with ETNs. If you hold an ETN and the issuing bank fails, you become an unsecured creditor in bankruptcy. There is no fund of assets backing your investment.
  • Tracking error. Even well-run commodity funds deviate from their benchmark because of rolling costs, expense ratios, and rebalancing timing. Smaller or less liquid funds tend to have larger tracking errors.
  • Concentration risk. A single-commodity fund gives you a pure bet on one market. Broad indices spread risk across sectors, but even those can be tilted heavily toward energy depending on the benchmark.

Which Benchmark Does It Track?

Two commodity indices dominate the benchmarking landscape, and the difference between them can meaningfully change returns.

The S&P GSCI weights commodities by global production volume, which tilts it heavily toward energy. More than half the index typically sits in oil and gas contracts.7S&P Dow Jones Indices. When you’re comparing two funds marketed as “broad commodity exposure,” check the benchmark first. The label is the same. The exposure often isn’t.
