A synthetic forward contract replicates the payoff of a traditional forward using exchange-traded options: you buy a call and sell a put at the same strike price and expiration date (a long forward), or reverse both trades (a short forward). The combined position moves dollar-for-dollar with the underlying asset relative to the strike, exactly like a forward, but every leg trades on a regulated exchange and clears through a central counterparty instead of sitting in a private bilateral contract.
The identity that makes this work is put-call parity. A call minus a put at the same strike and expiration equals the underlying’s present value minus the present value of the strike. If the asset finishes above the strike, the call pays. If it finishes below, the short put loses. Either way the net result at expiration is the asset’s price minus the strike, which is precisely the payoff of a forward struck at that price. The identity holds cleanly for European-style options; American-style options add early-exercise risk that you have to manage separately.
Building a Synthetic Long Forward
To get long forward exposure, execute two trades at the same time: buy a call and sell a put with matching strike and expiration. You hold no position in the underlying. The strike you choose becomes the effective forward price, the price at which you are economically committed to buying the asset at expiration.
Say a stock trades at $100 and you want six-month synthetic long exposure. You buy the $100 call expiring in six months and sell the $100 put at the same expiration. If the stock finishes at $120, the call is worth $20 and the put expires worthless, so you gain $20 minus the net premium. If it finishes at $80, the call expires worthless and you owe $20 on the short put. In every scenario, your payoff is the final stock price minus $100, the same as a long forward struck at $100.
The upfront cash flow is the net premium: what you pay for the call minus what you collect for the put. When the strike equals the theoretical forward price (which reflects interest rates and expected dividends), those premiums are roughly equal and the net premium runs close to zero. Choosing a strike above or below the forward price shifts the net premium but leaves the linear payoff intact.
Building a Synthetic Short Forward
The short version is the mirror. Sell a call and buy a put at the same strike and expiration. The short call caps your upside because you owe the buyer the difference if the asset climbs above the strike; the long put pays off if the asset falls. At expiration, your payoff is the strike price minus the asset’s final price, matching a traditional short forward.
Payoff and Risk
The payoff of a correctly built synthetic forward is purely linear. No kinks, no caps, no floors. Profit and loss track the underlying dollar-for-dollar against the strike. That means the same risk profile as a traditional forward: unlimited profit potential in one direction, unlimited loss in the other. Two complications specific to the options-based construction deserve attention.
Early Assignment Around Dividends
Synthetic forwards on individual stocks are usually built with American-style options, and the short leg can be exercised by its holder before expiration. The risk peaks near ex-dividend dates. When a stock is about to pay a dividend, whoever holds your short call may exercise early to capture the shares and collect the payment. If that happens, you suddenly hold a short stock position and may owe the dividend, and the economics of the forward come apart.
The exposure is sharpest when the short call is in-the-money and the corresponding put has less extrinsic value than the upcoming dividend. The practical fix is to track ex-dividend dates and close or roll the short call before the ex-date. Ignoring dividends on the underlying is where most synthetic forward positions run into unexpected costs.
Pin Risk at Expiration
If the underlying settles very close to the strike at expiration, you face pin risk. A close a few cents in-the-money may or may not be exercised by your counterpart, leaving you with an unwanted stock position over a weekend or overnight. A close a few cents out-of-the-money means the option expires worthless and you lose the forward exposure you meant to keep. That narrow zone around the strike creates overnight gaps you can’t hedge once the market closes.
Tax Traps
Synthetic forwards sit at the intersection of two IRS provisions that regularly surprise investors. Both are worth understanding before you put the position on, not after.
Constructive Sale Rules
If you already own an appreciated stock position and then build a synthetic short forward on the same stock, the IRS may treat you as having sold the stock on the date you established the synthetic position. Entering into a forward contract, or a transaction with substantially the same effect, to deliver stock you hold at a gain triggers immediate gain recognition under the constructive sale rules. The rule exists specifically to stop investors from locking in gains through derivatives while deferring the tax. A synthetic short forward on stock you hold at a profit is exactly what the statute targets. Straddle Loss Deferral
A synthetic forward qualifies as a straddle for tax purposes because the call and put are offsetting positions on the same underlying. When you close one leg at a loss, you generally cannot deduct the loss in the current year to the extent the other leg carries an unrealized gain. The practical effect is that you can’t cherry-pick a loss from one leg while keeping the gain on the other side unrealized. Close the losing leg while the winning leg holds an unrecognized gain of equal or greater size, and the entire loss is deferred. How It Differs From a Traditional Forward
Counterparty Risk
A traditional forward is a private agreement, and each side bears the risk that the other defaults. Synthetic forwards built from exchange-traded options largely remove that problem. Clearing You still face the theoretical risk that the clearinghouse itself fails, but that is orders of magnitude smaller than bilateral counterparty exposure.
Standardization
OTC forwards can be customized to any notional, delivery date, or asset specification the two parties agree on. Synthetic forwards are constrained by the strike prices and expiration dates the exchange offers. You can usually get close to a target date and price, rarely an exact match. The trade-off buys you access to a liquid, regulated market with transparent pricing, which for most participants outweighs the lost precision.
Margin
The short option leg requires margin. Under standard rules, the margin on a short equity option is the option’s market value plus a percentage (typically 20%) of the underlying’s value, reduced by any amount the option is out-of-the-money.4FINRA. For liquid equity options with portfolio margining, the synthetic route frequently uses less capital than an equivalent OTC forward would.
Settlement
Traditional forwards can settle by physical delivery or by cash payment on the price difference. Synthetic forwards almost always settle in cash. The options expire, get exercised, or are closed before expiration, and the combined cash flows replicate the forward’s economics. For index-based synthetic forwards, cash settlement is the only possibility because you cannot physically deliver a basket of hundreds of stocks.
Why Investors Use Them
Some institutional mandates prohibit trading in bilateral OTC derivatives, whether because of internal governance or regulatory requirements to use cleared instruments. A synthetic forward built from exchange-traded options gives you the same economic exposure without violating those restrictions. Every component trades on a regulated exchange and clears through a central counterparty, so for fund managers who need forward exposure but operate under strict derivative policies, this is often the most practical path.
Liquidity is another reason. For many underlyings, the options market is deeper than the OTC forward market. Bid-ask spreads on exchange-traded options are often tighter than what a dealer would quote on a bespoke forward, especially for maturities that align with standard expiration cycles. If you need to unwind early, you can sell the call and buy back the put independently during market hours, rather than negotiating an early termination with an OTC counterparty who may charge a significant fee.
Some assets have no traditional forward market at all because physical delivery is impossible. Stock indices, volatility products, and custom baskets of securities fall into this category. You cannot agree to physically deliver the S&P 500, but you can buy a call and sell a put on the index at the same strike and expiration to create the same forward exposure. That extends forward-like hedging and speculation to a much broader universe of financial instruments than conventional forward agreements can reach.
