Scrap Inventory: Accounting, Tax, and Audit Rules

Scrap inventory accounting comes down to three decisions: whether the scrap is normal or abnormal, whether its value is material to your financial statements, and when control of the material passes to the buyer. Get those right and the journal entries fall into place. Normal scrap costs stay absorbed in your good units; abnormal scrap is expensed as a period loss; immaterial sale proceeds credit Manufacturing Overhead Control; material proceeds get their own revenue line as Other Income; and revenue is recognized when the buyer takes control under ASC 606.

The dollar amounts are often small next to total production costs, but the wrong treatment compounds. It distorts Cost of Goods Sold, inflates inventory values, and muddies the profitability of individual products or jobs.

What Qualifies as Scrap

Scrap is production residue that has some recoverable sales value but cannot efficiently return to the raw material stream. Metal shavings, plastic trimmings, fabric offcuts. It is a material byproduct of making a good unit, not a failed attempt at one.

Three neighboring categories look similar and get treated differently:

  • Waste has zero recoverable value. You discard it, sometimes at a disposal cost.
  • Spoilage is finished or partially finished units damaged in production. Normal spoilage is absorbed into the cost of good output; abnormal spoilage is expensed as a period cost.
  • Defective units failed inspection but can be reworked or sold at a reduced price.

A byproduct sits between scrap and your main product. If a secondary output’s net realizable value is large enough to change your cost-per-unit calculations in a way that matters, treat it as a byproduct and allocate joint costs to it. If the value is incidental, it’s scrap. Revisit this classification if commodity prices move or you find a reliable buyer willing to pay more than token amounts, because sawmill sawdust that started as scrap can become a byproduct over time.

Normal vs. Abnormal Scrap

This is where most mistakes happen. Normal scrap is the waste inherent to the process under efficient operating conditions. Every manufacturing operation generates some baseline, and that baseline cost belongs in the cost of your good output. Abnormal scrap is anything above the expected level: machine malfunctions, operator errors, defective raw materials.

The accounting treatment splits sharply. Normal scrap costs stay in product costs, absorbed by the good units produced. Abnormal scrap is pulled out and expensed as a loss in the period it occurs. Burying abnormal scrap inside product costs inflates inventory values and understates current-period losses, which is exactly the distortion auditors and regulators watch for.

To apply the distinction you need a baseline. Set an expected scrap rate for each process using historical data and engineering standards. Anything above that rate is abnormal and must be separated in your records.

Recording Proceeds From Scrap Sales

How you book the cash depends on whether the amount is material to your financial statements.

When Scrap Value Is Immaterial

For small, incidental amounts, credit the proceeds directly against Manufacturing Overhead Control. This reduces total overhead applied to production and lowers COGS for the period. The entry is:

  • Debit Cash or Accounts Receivable
  • Credit Manufacturing Overhead Control

In a job-order system where the scrap is traceable to a specific job, credit the proceeds to that job’s Work-in-Process account instead of overhead.

When Scrap Value Is Material

When scrap generates enough revenue to affect a reader’s decisions, it needs its own line. Debit Cash or Accounts Receivable and credit a dedicated Revenue from Scrap Sales account. This revenue typically appears below the gross profit line as Other Income, keeping it separate from core product revenue.

The separation matters because folding, say, $200,000 in annual scrap revenue into a cost reduction improves your gross margin percentage without any operational change in production efficiency. Reporting it as Other Income gives management and investors a cleaner picture.

What counts as material is a judgment call. Most companies set an internal policy: a percentage of total manufacturing cost, a fixed dollar threshold, or both. Apply the threshold consistently across periods so statements stay comparable.

When to Recognize Scrap Revenue

Under ASC 606, you recognize scrap revenue when the buyer obtains control. The standard points to several indicators: the buyer has legal title, you have transferred physical possession, the buyer has accepted the material, and you have a right to payment.

For most scrap transactions, control passes when the dealer picks up the material and weighs it at their facility, or when you deliver it and the buyer confirms weight and grade. Some contracts include post-pickup price adjustments based on the buyer’s final weighing and grading, so the transaction price is not fully settled at physical transfer. In those cases, recognize revenue at the estimated amount and adjust when the final price is confirmed.

Practical takeaway: don’t book scrap revenue when material moves to a staging area. Book it when the buyer takes control and you have a right to payment.

Valuing Scrap in Inventory Before Sale

Before scrap is sold, you have to decide how it sits on the balance sheet. Two methods dominate.

Net Realizable Value Method

You estimate the scrap’s selling price and subtract anticipated costs of disposal, processing, and transportation to arrive at net realizable value. GAAP defines NRV as the estimated selling price in the ordinary course of business, less reasonably predictable costs of completion, disposal, and transportation.

Record the scrap in a separate inventory account at this estimated NRV, with a corresponding credit to WIP. The cost of your good output drops immediately because you’ve pulled the scrap’s anticipated value out of the production cost pool. When the scrap sells, debit Cash and credit the Scrap Inventory account.

NRV works well when the scrap is a commodity with a predictable market price: copper wire offcuts, aluminum shavings, steel trimmings sold to recyclers at published rates. When you’re guessing at what the scrap will fetch, the estimates create more problems than they solve.

Zero Cost Method

The simpler and more common approach for low-value or unpredictable scrap is to assign it zero value in inventory. All manufacturing costs stay allocated to the good units. No entry is made for the scrap until it actually sells, at which point the proceeds are recorded as either a reduction of overhead or Other Income, depending on your materiality policy.

This avoids estimating future scrap prices and disposal costs, and it’s the default for most manufacturers unless scrap revenue consistently crosses a materiality threshold.

Timing Differences Between the Two

NRV lowers per-unit COGS immediately by pulling value out of WIP during production. Zero-cost keeps per-unit COGS higher during production and creates a cost recovery when the scrap eventually sells. Over a full fiscal year with stable scrap generation, total COGS impact is similar under either method. The difference is timing: NRV spreads the benefit across production periods, zero-cost concentrates it in the period of sale.

For companies with seasonal scrap accumulation, where production is heavy in one quarter and scrap sales fall in the next, the timing difference can make quarterly statements look meaningfully different depending on method. Pick one and stay with it.

How Costing Systems Change the Entries

Job-Order Costing

The critical question is whether the scrap is traceable to a specific job. If you can identify the job that generated it, credit that job’s WIP account when the scrap sells. That reduces the cost charged to that specific job and produces a more accurate picture of its profitability. If the scrap is common to multiple jobs and can’t be traced to one, credit Manufacturing Overhead Control instead so the reduction spreads across all jobs through the overhead allocation rate. This is common in shops where multiple jobs run on the same equipment and scrap gets commingled.

Process Costing

Normal scrap is handled through the equivalent units calculation. It doesn’t get its own line; good units absorb the full cost, which increases the cost per equivalent unit. If normal scrap has recoverable value, deduct that value from total process costs before dividing by equivalent units. Abnormal scrap is separated out and charged to a loss account. It gets zero equivalent units in the production report, and its cost comes out of the process as a period expense.

Standard Costing

Standard cost systems build an expected scrap rate into each product’s standard cost. When actual scrap exceeds the standard, the difference shows up as an unfavorable materials usage variance. When actual scrap comes in below the standard, the variance is favorable. Those variances are the operational signal telling production managers whether scrap is trending in the right direction.

Tax Treatment

Scrap generated during manufacturing is inventory, or more precisely a residue of inventory. Under federal tax law, property included in inventory or held primarily for sale to customers in the ordinary course of business is excluded from the definition of a capital asset. Proceeds from scrap sales are ordinary business income, not capital gains.

Report scrap revenue the same way you report regular sales. For a C corporation, it goes on Form 1120 as part of gross receipts or other income. For sole proprietors, it goes on Schedule C. Scrap sales do not belong on Form 4797, which covers dispositions of noncapital business assets other than inventory.

If scrap revenue is netted against manufacturing costs for financial reporting (the immaterial-scrap approach), the tax return still needs to capture the full amount as income. The IRS doesn’t care whether your internal books credit scrap against overhead; the proceeds are taxable regardless of presentation.

Sales tax varies by state. Many states exempt sales of scrap metal to licensed recyclers under resale exemption rules, but that isn’t universal. Retain resale exemption certificates from your scrap buyers and confirm with your state revenue department whether the exemption applies to your transactions.

What Auditors Test

External auditors treat scrap inventory as a specific risk area when the material has meaningful commodity value. Under PCAOB standards, auditors are required to observe physical inventory counts and assess whether the company’s counting methods are reliable enough to support the quantities reported.

For scrap, auditors focus on three assertions:

  • Existence. Is the scrap on your books actually sitting in the staging area? Physical counts and reconciliation to sales records are the primary tests.
  • Completeness. Is all generated scrap making it into the records? Auditors compare scrap rates to production volumes and historical ratios. A sudden drop in recorded scrap with no corresponding process improvement is a red flag.
  • Valuation. If you carry scrap at NRV, are the estimates reasonable? Auditors check estimated selling prices against actual recent sale prices and against published commodity indices.

When scrap is stored at a third-party facility such as a recycler’s yard or shared warehouse, auditors typically seek direct written confirmation from the custodian about quantities held. For significant amounts they may observe counts at the third-party location or test your procedures for verifying the custodian’s records.

Keeping scrap logs, weight tickets, and reconciliations clean throughout the year is the cheapest way to keep audit fees down. Sloppy documentation expands testing scope, which costs time and money.

One boundary worth naming: scrap contaminated with solvents, oils, coatings, or chemical residues may cross into hazardous waste territory under the Resource Conservation and Recovery Act, and clean scrap metal destined for recycling has its own regulatory treatment under 40 CFR 261.6. Those rules sit outside the accounting question, but generators bear the responsibility of determining whether specific scrap materials qualify for reduced requirements, and state rules can be stricter than the federal baseline.
