Salary sacrifice benefits are non-cash perks you receive in exchange for giving up part of your gross pay, and the ones worth taking are the ones your tax system specifically protects. In the UK, that short list is dominated by pensions, ultra-low-emission cars, and cycle-to-work. In the US, the equivalent arrangements run through Section 125 cafeteria plans, pre-tax retirement deferrals, and commuter benefits. Everything else either delivers a much smaller saving or none at all.
How the Tax Break Works
Your employer reduces your gross pay before tax and payroll contributions are calculated, and in exchange provides a benefit of equivalent value. In the UK, that lowers your income tax and National Insurance Contributions, and your employer’s NIC too.1GOV.UK. This is not a post-tax payroll deduction. It requires a formal change to your employment contract, altering the actual terms of your compensation.2GOV.UK. Salary Sacrifice for Employers Many UK employers pass some of their own NIC saving back into the benefit, boosting your pension pot or reducing the cost of the car.
UK Benefits That Still Save You Tax
Since April 2017, most benefits provided through salary sacrifice fall under the Optional Remuneration Arrangements framework. Under OpRA, the taxable value of the benefit is the higher of the salary you gave up or the cash equivalent of the benefit, which usually eliminates the tax advantage.3GOV.UK. Optional Remuneration Arrangements A short list of benefits is specifically excluded. Those are the ones worth taking.
Pension Contributions
Pensions are the biggest prize. When you sacrifice salary into your employer’s pension scheme, the money is treated as an employer contribution and escapes income tax and employee NIC entirely. Total pension contributions in a tax year cannot exceed the annual allowance without triggering a tax charge. For 2025/26 that allowance is £60,000, though it tapers for very high earners.5GOV.UK. Tax on Your Private Pension Contributions – Annual Allowance
A change is coming. From 6 April 2029, salary sacrifice pension contributions above £2,000 per tax year will be subject to Class 1 NIC for both employee and employer. HMRC estimates that about 56% of employees currently using pension salary sacrifice contribute within that £2,000 limit and will be unaffected; anyone contributing more will pay NIC on the excess.1GOV.UK. Ultra-Low Emission Vehicles
Company cars with CO2 emissions of 75 grams per kilometre or less are excluded from the OpRA “higher of” comparison.6GOV.UK. Optional Remuneration Arrangements (480 – Appendix 12) That makes electric vehicles one of the most tax-efficient benefits you can take. The taxable Benefit-in-Kind is the car’s P11D value multiplied by a percentage tied to emissions. For fully electric cars, that percentage is 4% for 2026/27 and 5% for 2027/28. A petrol car through the same arrangement would be taxed at 30% or more, and OpRA would strip most of the advantage away.
Cycle-to-Work
Bicycles and cyclist safety equipment provided through salary sacrifice are excluded from OpRA under Section 244 of ITEPA 2003.4HM Revenue and Customs. Employment Income Manual – Optional Remuneration Arrangements – Excluded Exemptions The old £1,000 cap has been lifted, so there is no upper limit on the bicycle’s cost. You sacrifice salary over an agreed term (typically 12 months) and usually have the option to buy the bike at fair market value at the end.
Childcare
Childcare vouchers are closed to new applicants. Only employees who joined a voucher scheme and had their wages adjusted on or before 4 October 2018 can continue receiving them, and only while they remain with the same employer running the scheme.7GOV.UK. Childcare Vouchers and Other Employer Schemes Employer-provided workplace nursery places also remain exempt from income tax where offered.
UK Benefits Where OpRA Wipes Out the Saving
Anything not on the exempted list falls under standard OpRA. The taxable value becomes the higher of the salary given up or the cash equivalent, so the tax break largely disappears.3GOV.UK. Optional Remuneration Arrangements The arrangement may still be worthwhile if your employer’s group rate is cheaper than what you could buy alone, but you are not saving tax. This category typically includes:
- Private medical insurance, where the employer’s bulk discount can still make it cheaper than an individual policy.
- Additional annual leave bought through payroll, taxed in full.
- Health screenings and gym memberships, rarely worth the paperwork after OpRA.
US Benefits Through a Section 125 Cafeteria Plan
In the US, a Section 125 cafeteria plan lets you elect pre-tax salary reductions for benefits that the Internal Revenue Code specifically excludes from gross income.8Office of the Law Revision Counsel. 26 USC 125 – Cafeteria Plans The reduction avoids federal income tax, Social Security tax, and Medicare tax, and usually state income tax as well. - Employer-sponsored health insurance premiums, the most common use.
- Health Flexible Spending Accounts, with a 2026 contribution maximum of $3,400.
- Health Savings Accounts, if you are enrolled in a high-deductible health plan. The 2026 limits are $4,400 for self-only coverage and $8,750 for family coverage.10Internal Revenue Service. Revenue Procedure 2025-19
- Dependent Care FSAs for childcare and elder care, with a 2026 household limit of $7,500 ($3,750 if married filing separately).11FSAFEDS. 2026 FSA Contribution Limits
- Group-term life insurance up to $50,000 of coverage.
- Employer-paid or reimbursed adoption assistance.
Section 125 elections are generally locked in for the plan year. You can change them mid-year only after a qualifying life event, such as marriage, birth of a child, loss of other coverage, or a change in employment status.
US Retirement Deferrals and Commuter Benefits
Two other pre-tax arrangements sit outside Section 125 but work on the same principle.
401(k) and 403(b) Deferrals
Pre-tax deferrals into a 401(k) or 403(b) leave your paycheck before federal income tax, though Social Security and Medicare tax still apply. The 2026 elective deferral limit is $24,500.12Internal Revenue Service. Workers aged 60 through 63 get a higher catch-up limit of $11,250 under SECURE 2.0. One catch: if you earned $150,000 or more in FICA-taxable wages and are making catch-up contributions, those must go into a Roth account rather than a traditional pre-tax account.
Qualified Transportation Fringes
Under Section 132(f), your employer can let you set aside pre-tax money for commuting. For 2026, the monthly exclusion is $340 for transit passes and commuter van transportation, and a separate $340 for qualified parking, so up to $680 a month if you use both.13Internal Revenue Service. What You Cannot Sacrifice
Both frameworks share one hard rule: the benefit cannot be cash or something easily converted to cash. Cash allowances, spot bonuses, and non-exempt gift cards all fail. Neither system will let you route personal living expenses like rent, mortgage payments, or utility bills through salary sacrifice; those are personal obligations, not employer benefits, and the arrangement will be treated as taxable income.
In the US, long-term care insurance is explicitly excluded from Section 125 plans, and health plans purchased through a public marketplace exchange are generally excluded too, with a narrow carve-out for certain small employers.8Office of the Law Revision Counsel. 26 USC 125 – Cafeteria Plans In the UK, you can technically salary-sacrifice a high-emission car, but OpRA neutralises the tax benefit, so it rarely makes sense.
Trade-Offs to Check Before You Sign
Reducing your gross pay changes your official earnings, and that ripples through things people rarely check until it’s too late.
UK statutory payments. Statutory Maternity Pay, Statutory Sick Pay, and Statutory Paternity Pay are calculated on your actual earnings after salary sacrifice, not your original salary. A large sacrifice can noticeably reduce those entitlements. Some employers top up to contractual levels; many do not.
State pension credits. If salary sacrifice takes your earnings below the National Insurance Lower Earnings Limit, you may not qualify for a full year of NI credits toward your state pension. The risk is small for typical salaries but real for part-time or lower-paid workers stacking multiple sacrifices.
US Social Security. Pre-tax 401(k) deferrals still count for Social Security and Medicare tax, so they don’t affect your Social Security benefit calculation. Section 125 reductions for health premiums and FSAs do reduce your FICA-taxable wages, and over a full career large reductions could shave your benefit slightly.
Mortgage applications. UK lenders vary. Some assess affordability on your reduced post-sacrifice salary and will lend less; others use pre-sacrifice income if you can show the sacrifice is voluntary and reversible. Ask before you commit if you’re planning to buy soon.
Minimum wage. Your post-sacrifice cash earnings cannot fall below the National Minimum Wage or National Living Wage.2GOV.UK.
