Reverse Conversion: Put-Call Parity, Costs, and Tax Treatment

A reverse conversion is a three-legged options arbitrage strategy that pairs a short stock position with a short put and a long call at the same strike price and same expiration date. The trade neutralizes all directional exposure and locks in a small, near-guaranteed profit when the market misprices the relationship between a stock and its options, specifically when the implied financing rate embedded in the option prices is lower than the risk-free rate a trader can earn on the short-sale proceeds. It is not a directional bet. It is a way to extract a spread.

The Three Legs

Every reverse conversion uses the same underlying stock, the same strike, and the same expiration across all three legs:

  • Short stock. You borrow and sell shares, collecting cash.
  • Short put. You sell a put at the chosen strike and collect premium.
  • Long call. You buy a call at the same strike and pay premium.

The short put combined with the long call creates a synthetic long stock position. That synthetic long offsets the actual short stock one-for-one, so the position has no net exposure to price movement. What you have instead behaves like a short-term loan: cash received today against a fixed amount paid at expiration.

At expiration, one of the two options closes out the short. If the stock finishes above the strike, you exercise the long call and buy shares at the strike price. If it finishes below, the short put is assigned and you again buy shares at the strike. Either way, you pay the strike price to cover. The only economic variable is how much cash you took in at the start relative to that fixed future outlay.

Why It Works: Put-Call Parity

The strategy sits on top of a pricing identity called put-call parity, which links a call, a put, the underlying stock, and the risk-free interest rate:

Call Price + Present Value of Strike = Put Price + Stock Price

When that equation holds, there is no arbitrage. The reverse conversion becomes profitable when the equation is out of balance in one specific direction: the put is slightly overpriced relative to the call after accounting for interest rates and carrying costs. Executing all three legs at once captures that gap.

The number professional desks actually watch is the implied financing rate baked into the option prices. That rate is the effective cost of the synthetic loan the three-leg position creates. When it sits below the risk-free rate at which the short-sale proceeds can be invested, the difference is profit. Desks monitor this spread continuously and trade when it widens enough to cover costs.

A Numerical Example

Say XYZ trades at $50.00. You short 100 shares and take in $5,000. At the same moment, you sell one $50 put for $2.50 (collecting $250) and buy one $50 call for $2.00 (paying $200). Both options expire in 90 days.

Net option premium collected: $50. Cash on hand: $5,050. At expiration, whichever option is in the money forces you to buy 100 shares at $50.00, paying $5,000 to close the short.

Gross profit on the option and stock legs is $50. On top of that, the $5,050 in cash earns interest for 90 days. At a risk-free rate near 3.65% (roughly where SOFR sat in early 2026), that is about $45. Total gross: roughly $95 on a $5,000 notional trade, before commissions, borrow fees, and dividends.

That is a small number, and it should be. Reverse conversions only make economic sense at scale, executed by firms with near-zero transaction costs and direct market access. A retail trader paying standard commissions will lose money.

Reverse Conversion vs. Regular Conversion

A regular conversion is the mirror image: long stock, long put, short call. It creates a synthetic lending position where you pay cash now and receive a fixed amount later. The reverse conversion creates a synthetic borrowing position: cash now, fixed payment later.

The choice between the two depends on which way parity is out of line. Put overpriced relative to call, use the reverse conversion. Call overpriced relative to put, use the conversion. Market makers watch both directions and take whichever the market offers.

Early Exercise Risk

Most U.S. equity options are American-style, meaning the holder can exercise any time before expiration. That creates a wrinkle the strategy does not have with European-style options. The short put is the vulnerable leg. If the stock falls well below the strike, the put holder may exercise early, forcing you to buy shares before expiration and breaking the hedge.

Early exercise is most likely when the short put is deep in the money and its remaining time value is negligible, or when an approaching dividend makes exercise economically rational for the holder. Traders manage this by watching remaining time value and by screening out names with upcoming ex-dividend dates. The risk does not kill the strategy on American-style names, but the position is not truly set-and-forget the way it would be with European-style index options.

Costs That Erase the Edge

Margins here are razor-thin by design, and several costs can flip a theoretical profit into a loss.

  • Stock borrowing fees. Shorting means borrowing shares through the broker-dealer. Easy-to-borrow large caps carry minimal fees, but hard-to-borrow names can cost several percentage points annualized, which is enough to wipe out the spread.
  • Dividend obligations. As the short seller, you owe any dividends declared during the holding period to the lender of the shares. A single ordinary dividend can consume the entire profit. Traders either avoid names with an upcoming ex-dividend date or build the dividend cost into the initial pricing.
  • Transaction costs. Three legs means at least three sets of commissions and exchange fees, plus bid-ask friction on each. Professional desks negotiate sub-penny commissions and execute the trade as a single package.
  • Leg risk. If one leg fills before the others and the market moves, you are briefly directional. Most professionals submit all three legs as a single multi-leg order that opens only if the target net credit is achievable.

Short-Sale Rules Under Regulation SHO

Before the short stock leg can be executed, the broker must comply with SEC Regulation SHO. Rule 203(b)(1) prohibits a broker from accepting or effecting a short sale unless the broker has borrowed the security or has reasonable grounds to believe the security can be borrowed so it can be delivered on the date delivery is due. Market makers engaged in bona fide market-making activities are exempt from the locate requirement so they can facilitate customer orders quickly.1eCFR. 17 CFR 242.203 – Borrowing and Delivery Requirements That exemption is one of the reasons the strategy sits mostly with market makers rather than retail traders.

If a short sale results in a fail-to-deliver, the clearing participant must close out by the beginning of regular trading hours on the settlement day following the settlement date. For bona fide market makers, that deadline extends to the third consecutive settlement day following the settlement date.2eCFR. 17 CFR 242.204 – Close-Out Requirement

Margin Treatment

Because the three legs offset, the position gets reduced margin treatment compared to a naked short. Exact requirements vary by broker. In general, initial margin combines the short stock margin with the cost of the long call, while the short put needs no separate margin because it is covered by the short stock. Typical initial margin runs roughly $2.50 to $5.00 per share depending on the stock’s price, plus the long call premium. Maintenance margin on the hedged position falls to about 10% of the strike price when the options are in the money.

Even at reduced levels, that capital is an opportunity cost that further compresses returns. Firms running the strategy meaningfully need a substantial capital base to turn a fraction of a percent per trade into real dollars.

Tax Treatment

Straddle Rules Under Section 1092

The IRS treats a reverse conversion as a straddle because the legs are offsetting positions in personal property. The practical effect is loss deferral. If you close one leg at a loss while the offsetting legs still carry unrealized gains, you cannot deduct that loss to the extent of the unrealized gain.3Office of the Law Revision Counsel. 26 USC 1092 – Straddles For a position carried to expiration where every leg closes at once, this is manageable. Early unwinds and rolls create real tracking work.

Character of the Gain

Reverse conversions are short-lived, typically 30 to 90 days, so any gain is a short-term capital gain taxed at ordinary rates. The trade also raises a character question: because the return is fixed and looks more like interest than a speculative gain, the IRS may treat the profit as interest income rather than capital gain. The rate is the same, but the reporting differs.

Traders who qualify as dealers in securities operate under a different framework. Section 475 requires dealers to use mark-to-market accounting, treating positions as sold at fair market value on the last business day of the tax year, with gains and losses recognized as ordinary income.4Internal Revenue Service. Section 1256 and Index Options

Options on individual stocks are not Section 1256 contracts and get no special treatment. Options on broad-based indexes such as the S&P 500 (SPX options) are classified as nonequity options and do qualify. The interaction between those two provisions is genuinely complicated, and a tax professional who works in derivatives is worth the fee.
