Holding MLPs in IRAs creates a tax bill inside the retirement account itself. When a master limited partnership passes operating income through to your IRA, that income counts as unrelated business taxable income (UBTI). Once the account’s gross UBTI from all sources reaches $1,000 in a tax year, the custodian must file Form 990-T and pay tax out of the IRA at trust rates that reach 37% on taxable income above $16,000 in 2026.1Internal Revenue Service. Why an MLP Triggers Tax Inside a Tax-Exempt Account
An IRA is a tax-exempt trust, but the exemption doesn’t cover income from an active trade or business unrelated to retirement saving.2Office of the Law Revision Counsel. 26 USC 408 – Individual Retirement Accounts Since retirement saving is passive by definition, most active business income the IRA receives is “unrelated” and taxable.
MLPs sit right in the crosshairs. They’re partnerships, so they don’t pay corporate tax; all income, deductions, and credits flow through to unitholders on Schedule K-1.3Internal Revenue Service. Partners Instructions for Schedule K-1 Form 1065 Most MLPs run pipelines, processing plants, or storage terminals. The ordinary business income they generate (Box 1 on the K-1) lands in the IRA as UBTI.4Office of the Law Revision Counsel. 26 USC 512 – Unrelated Business Taxable Income
A second source is debt at the partnership level. When the MLP borrows to acquire assets, a share of the income those assets produce becomes unrelated debt-financed income and gets added to the IRA’s UBTI, even though the IRA never borrowed anything itself.5Office of the Law Revision Counsel. 26 USC 514 – Unrelated Debt-Financed Income Debt-financed income overrides the usual exclusions, so income that would normally be exempt (rent, for instance) gets pulled back in when partnership debt sits behind it.4Office of the Law Revision Counsel. 26 USC 512 – Unrelated Business Taxable Income
Not every dollar counts. Dividends, interest, royalties, annuities, and most capital gains are excluded from UBTI. If an MLP earns interest on cash reserves or funds a distribution from capital gains, those portions don’t add to the problem.
The $1,000 Filing Threshold
The filing obligation is triggered by gross unrelated business income of $1,000 or more, measured across the entire IRA rather than per investment.1Internal Revenue Service. Unrelated Business Income Tax The IRS defines gross income here as gross receipts minus cost of goods sold, not net income after all deductions.6Internal Revenue Service. Instructions for Form 990-T This matters because MLPs often allocate large amounts of depreciation and depletion. Those deductions can push net taxable income to zero while gross business income still sails past $1,000. The filing is still required.
Hold three MLPs in the same IRA? Their gross UBTI adds together. Any combination that crosses $1,000 triggers Form 990-T even if each partnership on its own stayed below.
Separately, the code gives the IRA a $1,000 specific deduction against taxable UBTI after directly connected deductions.4Office of the Law Revision Counsel. 26 USC 512 – Unrelated Business Taxable Income Two separate $1,000 figures, two separate jobs: the first decides whether you file, the second reduces what you owe.
What the Tax Actually Costs at 2026 Trust Rates
UBTI from an IRA is taxed at trust and estate rates, not at your personal bracket.7Office of the Law Revision Counsel. 26 USC 1 – Tax Imposed The trust schedule is severely compressed. For 2026:8Internal Revenue Service. 2026 Form 1041-ES
- 10% on taxable income up to $3,300
- 24% from $3,301 to $11,700
- 35% from $11,701 to $16,000
- 37% above $16,000
For individuals, the 37% bracket doesn’t kick in until income runs into the several-hundred-thousand-dollar range. For a trust, every dollar above $16,000 pays 37%. An IRA with $20,000 of net UBTI after the specific deduction owes roughly $4,000. That money leaves the retirement account, and everything it would have compounded into over the next twenty or thirty years leaves with it.
Roth IRAs Are Not Exempt
A Roth IRA holding an MLP faces the same rules. The statute treats a Roth the same as a traditional IRA unless a specific exception applies, and no exception exists for UBTI.9Office of the Law Revision Counsel. 26 USC 408A – Roth IRAs The $1,000 threshold, the Form 990-T filing, and the compressed trust rates all apply.2Office of the Law Revision Counsel. 26 USC 408 – Individual Retirement Accounts The tax comes out of Roth assets, which is arguably the worst place to lose money, because everything those dollars would have earned would otherwise have grown tax-free forever.
Who Files, When, and Where It Goes Wrong
The IRA’s custodian or trustee is legally responsible for filing Form 990-T; for tax purposes, a custodian is treated as a trustee.6Internal Revenue Service. Instructions for Form 990-T At major brokerages, the custodian typically handles preparation and filing once the K-1 arrives. At self-directed IRA custodians, that support often doesn’t exist. The account owner then has to hire a CPA to prepare the return and deliver it to the custodian for signature and submission. Professional preparation commonly runs $1,200 to $3,000, which can equal or exceed the tax itself on smaller UBTI amounts.
A few practical details:
- The IRA needs its own employer identification number, separate from your Social Security number. The custodian can apply through the IRS if one doesn’t already exist.10Internal Revenue Service. Get an Employer Identification Number
- Form 990-T is due on the 15th day of the fourth month after the IRA’s tax year ends — April 15 for a calendar-year account.6Internal Revenue Service. Instructions for Form 990-T

- If the expected UBTI tax is $500 or more, the custodian must make quarterly estimated payments on April 15, June 15, September 15, and December 15.11Internal Revenue Service. Estimated Tax Unrelated Business Income
The bottleneck is the K-1. MLPs routinely issue them late, sometimes in March or later. If the K-1 slides too close to the deadline, the custodian may need to extend. This is where things fall through the cracks: the investor assumes the custodian is tracking it, the custodian assumes the investor will flag it, and no one files. Late-filing and late-payment penalties are assessed against the IRA itself, further draining the account.12Internal Revenue Service. Failure to File Penalty
Losses in One MLP Do Not Offset Income in Another
Investors holding several MLPs in one IRA often assume the numbers net. They don’t. Federal law requires UBTI to be computed separately for each unrelated trade or business, and the amount for any single business can’t go below zero.13Federal Register. Unrelated Business Taxable Income Separately Computed for Each Trade or Business The IRA’s total is the sum of these separate figures, minus the single $1,000 specific deduction.
This “siloing” rule came in with the Tax Cuts and Jobs Act. Any net operating loss generated after 2017 stays inside the silo that produced it, carrying forward against future UBTI from that same business (up to 80%), and can’t be applied across other MLPs.14Internal Revenue Service. Ways to Own Energy Infrastructure Without the UBTI
If the paperwork and the tax outweigh the yield, two structures give exposure to the same asset class without generating UBTI.
MLP Exchange-Traded Notes
ETNs that track MLP indexes are debt instruments issued by a bank. They don’t produce K-1s. Income arrives on a Form 1099 as interest or capital gains, both of which are excluded from UBTI, so the IRA has no filing obligation.4Office of the Law Revision Counsel. 26 USC 512 – Unrelated Business Taxable Income The trade-off is credit risk: an ETN is only as sound as the bank that issued it. If the bank fails, the note can become worthless regardless of how the underlying MLPs performed.
C-Corporation MLP Funds
Some ETFs and mutual funds focused on MLPs are structured as C-Corporations. The fund pays corporate income tax on the MLP income it receives and passes the after-tax result along as dividends. Dividends are excluded from UBTI, so the IRA receives a 1099-DIV rather than a K-1 and owes nothing.4Office of the Law Revision Counsel. 26 USC 512 – Unrelated Business Taxable Income
The price is a layer of corporate tax inside the fund, which drags on net asset value and total return relative to owning MLPs directly. Whether that drag beats paying UBTI at trust rates depends on how much you’d hold, the MLP’s income profile, and what your custodian charges for Form 990-T. For most IRA investors with modest allocations, the simpler structure wins.
