Manufacturing scrap accounting starts with a single classification decision: is the scrap a normal byproduct of the process, or the result of something that went wrong? Normal scrap offsets production costs through manufacturing overhead or work-in-process. Abnormal scrap gets expensed to the current period. Everything else in the entries follows from that split.
Classify Before You Post Anything
Scrap, waste, and spoilage look similar on a shop floor and behave very differently on a general ledger.
Scrap is leftover material from production that still has recoverable value. Metal shavings, plastic trimmings, fabric cuttings, sawdust a recycler will buy. You can sell it or feed it back into another process, even if what you recover is small compared to the original raw material cost.
Waste has no meaningful recovery value and often costs money to remove. Disposal expense for waste rolls into manufacturing overhead as a cost of running the operation.
Spoilage is a different category entirely. Spoiled units are finished or partially finished products that failed quality standards, not leftover material. A cracked casting is a failed unit, not scrap, and it follows its own accounting rules depending on whether the failure was expected. Treat spoilage as scrap and you will send costs to the wrong accounts and misstate inventory.
Once you have scrap correctly identified, the next question is whether it is normal or abnormal. Normal scrap is the material loss you expect when the process is running as designed. Every machining operation generates chips; every stamping process generates cutoffs. Abnormal scrap is preventable loss from an equipment malfunction, an operator error, or a contaminated raw material batch. The line between the two is what determines whether the cost stays inside inventory or hits the income statement.
Recording Normal Scrap
Because normal scrap is a cost of making good units, the value you recover from selling or reusing it reduces production costs. Two methods do that, and the right choice depends on how well you can trace scrap back to a specific job.
Credit Manufacturing Overhead
The simpler method credits scrap proceeds to the manufacturing overhead control account. The recovered value spreads across every unit that absorbs overhead during the period, not just the batch that generated the scrap. Use this when scrap comes off many jobs continuously and you cannot practically trace pieces to specific production orders.
When the scrap sells, debit Cash (or Accounts Receivable) and credit Manufacturing Overhead. The applied overhead rate drops slightly, lowering per-unit cost across the board.
Credit Work-in-Process Directly
The more precise method credits scrap value directly to the Work-in-Process account for the specific job that produced it. When the scrap is first set aside as recoverable, debit a Scrap Inventory account and credit WIP Inventory. The cost reduction lands on the units that actually caused the scrap, which gives you accurate job-level costing.
Use this method when scrap traces cleanly to a particular production run and the dollar amounts matter at the job level. In a custom job shop where each order uses different materials, crediting WIP directly stops one customer’s job from subsidizing another customer’s scrap recovery.
Recording Abnormal Scrap
Abnormal scrap should not have happened, and its cost should not sit inside good inventory. Under GAAP, abnormal amounts of wasted materials must be recognized as a current-period expense rather than capitalized into inventory. ASC 330-10-30-7 requires this treatment explicitly.
When you identify abnormal scrap, remove the full accumulated cost of that material from Work-in-Process. That includes the raw materials, direct labor, and overhead invested before the scrap event. Debit a loss account (a “Loss on Abnormal Scrap” line, or whatever your chart of accounts uses) and credit WIP Inventory for the total cost attached to the scrapped material.
Net any salvage value against the loss. If the abnormal material absorbed $700 in production costs and you sell the scrap for $100, the loss account carries $600. That $600 flows straight to the current-period income statement, which is the point of the rule: the cost of operational failures should land in the period they occurred, not sit inside finished goods on the balance sheet.
Valuing Recoverable Scrap Between Generation and Sale
Between the production line and the buyer, scrap inventory needs a defensible number on your books. Pick a valuation method that fits the material, and stay with it. GAAP’s consistency principle presumes that an accounting method, once adopted, will not change for similar transactions from one period to the next.
Net Realizable Value
NRV is the estimated selling price minus the costs you will incur to sort, clean, handle, and ship the material. It works for most scrap types and keeps the inventory value honest by pulling out the real cost of disposition. If your scrap sells for $0.35 per pound and costs $0.05 per pound to process and transport, NRV is $0.30 per pound.
Market Price
For liquid scrap commodities like common metals or bulk plastics, current quoted market prices work. Pricing services such as Fastmarkets AMM publish daily and weekly indices for ferrous and non-ferrous scrap that the industry uses as benchmarks.1Fastmarkets. US Ferrous Scrap Indices Methodology and Price Specifications These indices reference standard material grades set by the Institute of Scrap Recycling Industries, whose specifications circular defines quality and composition standards for scrap traded in metals, paper, plastics, glass, and electronics.2Institute of Scrap Recycling Industries. Scrap Specifications Circular The method is fast and objective, but only when a liquid market and a reliable index actually exist for your material.
Standard Cost for Internal Reuse
When scrap goes straight back into another internal process instead of being sold, assign a predetermined standard cost. It is usually a fraction of the original raw material cost, reflecting the lower grade of the recovered material. Standard costing fits routine, predictable reuse, such as regrinding plastic runners and returning them to molding operations.
Section 263A and the Tax Return
If your business produces tangible personal property, the uniform capitalization rules under Section 263A affect how scrap flows through your return. The statute requires manufacturers to include both direct costs and a proper share of indirect costs in inventory.3Office of the Law Revision Counsel. 26 USC 263A – Capitalization and Inclusion in Inventory Costs of Certain Expenses Scrap sitting in your warehouse at year-end is inventory for tax purposes, and its carrying value has to reflect properly allocated production costs.
The practical effect is a timing issue. Costs capitalized into scrap inventory under Section 263A come out only when the scrap is sold or otherwise disposed of, at which point they flow into cost of goods sold. Sell the scrap in the same tax year it is generated and the impact is straightforward. Let significant scrap inventory accumulate across year-end and the capitalized indirect costs remain on your balance sheet, reducing the current-year deduction for those expenses.4Internal Revenue Service. Scrap proceeds are ordinary income. When you sell scrap, the revenue offsets production costs for financial reporting and also increases gross receipts for tax. Report scrap sales properly on the return, and expect scrap dealers to issue information returns for payments above IRS reporting thresholds.
Controls That Keep the Accounting Honest
Scrap accounting only works if what the production floor generates actually reaches the books. Scrap is generated continuously, is hard to measure, and leaves the building in bulk with less scrutiny than finished goods. Without controls, the gap between what your process produces and what your ledger shows can grow for years.
Separate three functions at a minimum: the person who collects the scrap on the floor, the person who weighs and records it, and the person who handles the sale and receives payment. When one employee does all three, the conditions for embezzlement are ideal.
A scrap ticket should be created at the point of generation, capturing material type, weight or volume, originating work order, and date. That ticket travels with the material to a secured staging area and becomes the basis for the inventory entry. Without it, there is nothing to reconcile against later.
Reconcile regularly. Compare scrap inventory records against physical counts, and compare total scrap generated against expected scrap rates for the volume of raw material consumed. If a machining operation historically generates scrap at 8% of raw material weight and the books suddenly show 5%, either the process improved or material is leaving through the wrong door. Trend analysis catches slow leaks that individual transaction reviews miss, and a clean documentation trail from scrap ticket through weight ticket to sales invoice is what makes the numbers defensible in an audit.
