The long-term debt to equity ratio is a company’s total long-term debt divided by its total shareholder equity, and it shows how much of the business’s permanent financing comes from creditors compared to owners. A result of 1.0 means one dollar of long-term borrowing sits behind every dollar of equity. Lower numbers point to lighter reliance on lenders; higher numbers point to heavier reliance and more exposure if earnings slip. Both figures come straight off the balance sheet, so the calculation itself is quick. Interpreting it is the harder part.
The Formula and a Worked Example
Long-Term Debt to Equity Ratio = Long-Term Debt รท Shareholder Equity
Say a company reports $50 million in bonds and long-term bank loans and $100 million in total shareholder equity. Divide $50 million by $100 million and the ratio is 0.50. For every dollar of equity, the company carries fifty cents of long-term debt.
You can write the answer as a decimal (0.50), a percentage (50%), or a ratio (0.5:1). They mean the same thing. Analysts usually stick with the decimal. Use the unrounded figures from the financial statements when you calculate it, because small rounding differences compound quickly once you start comparing companies.
What Counts as Long-Term Debt and What Counts as Equity
The numerator is long-term debt: obligations that mature more than one year from the balance sheet date. Federal accounting regulations define this as the total face amount of unmatured debt maturing more than one year from the date of issue, including mortgage bonds, collateral trust bonds, convertible debt, and similar obligations.1eCFR. 47 CFR 32.4200 – Long Term Debt and Funded Debt On most balance sheets it appears as bonds payable, notes payable, and term loans. One slice does not belong: the current portion of long-term debt, meaning the part coming due within twelve months, gets reclassified as a current liability and stays out of this ratio.
The denominator is shareholder equity, which is what remains after subtracting all liabilities from all assets. It usually consists of common stock at par value, additional paid-in capital, and retained earnings. Preferred stock and accumulated other comprehensive income also sit in equity, though for most companies they’re smaller pieces.
How to Read the Result
A ratio around 2.0 or higher means creditors have more money on the line than owners do. Leverage that heavy amplifies returns when business is strong, because the company is earning profits on borrowed money. It also amplifies losses. Interest payments are fixed, so a highly leveraged company can get into trouble quickly when revenue falls.
A ratio of 0.2 or 0.3 signals a conservative structure with little fixed debt. There’s more room to absorb a bad year. The trade-off is that debt interest is tax-deductible, so some borrowing usually lowers the overall cost of capital compared to financing everything with equity. Zero debt isn’t automatically optimal.
Industry Benchmarks Do the Real Work
No single number separates safe from risky. The ratio only makes sense compared to a proper peer group. Capital-intensive industries with steady cash flows carry heavier debt loads than asset-light ones. Regulated electric utilities commonly operate with debt-to-equity ratios around 1.5, and that’s normal for them because revenue is predictable and somewhat recession-resistant. Real estate investment trusts and telecoms follow similar patterns.
Technology is the opposite. The sector average sits around 0.25, and many software companies carry almost no long-term debt because their revenue comes from intellectual property and subscriptions rather than physical infrastructure. Comparing a utility at 1.5 to a software firm at 0.3 and concluding the utility is riskier would be a mistake. Always benchmark against direct competitors.
Tracking the ratio over time at a single company adds another useful signal. A number that climbs from 0.4 to 0.8 across three years shows management is funding growth with debt rather than earnings or new equity. That’s not automatically bad, but it’s worth asking what the borrowed money is buying. Debt raised to acquire a cash-generating competitor is a different story from debt covering operating losses.
Long-Term vs. Total Debt to Equity
The long-term version of the ratio is narrower on purpose. The total debt-to-equity ratio puts every liability in the numerator, including short-term items like accounts payable, accrued wages, taxes due within the year, and the current portion of long-term debt. Those items move with day-to-day operations and don’t reflect deliberate financing choices.
The difference matters. A company that places a large inventory order near quarter-end will see accounts payable spike, and the total ratio will jump with it, even though the underlying capital structure hasn’t changed. The long-term version strips that noise out and focuses on the strategic commitments management has made: bonds issued, term loans taken, mortgages secured. Most analysts consult both but lean on the long-term ratio for solvency questions and use the total version alongside the current or quick ratio for short-term liquidity.
Where the Ratio Misleads
The number is a good starting point, not a verdict. Several situations distort it enough to reach the wrong conclusion.
Negative Shareholder Equity
When liabilities exceed assets, equity turns negative and the ratio stops meaning anything. A negative denominator produces a negative ratio, but that isn’t “negative leverage.” It’s the math breaking. This happens more often than you’d expect, and not only at distressed companies. Large, profitable firms that have spent years buying back their own stock can push equity below zero. Starbucks and McDonald’s have both reported negative equity in recent years while continuing to operate profitably and pay their debts.
Accumulated losses can also drive equity negative, and that version is genuinely concerning because it usually reflects real financial trouble rather than a capital return strategy. In either case, skip the ratio and look at cash flow, interest coverage, and the ability to refinance.
Buybacks and Treasury Stock
Even when equity stays positive, aggressive buyback programs can shrink it significantly. Treasury stock (shares the company has repurchased) is subtracted from total equity on the balance sheet. A company that has spent billions repurchasing its own shares will show a much smaller equity figure than the underlying business value would suggest, and that inflates the ratio. When a surprisingly high ratio shows up at an otherwise healthy company, check the treasury stock line before drawing conclusions.
Book Value vs. Market Value
Balance sheets report equity at book value, which is based on historical cost accounting rather than current worth. For companies whose main assets are physical (real estate, manufacturing equipment) book value is a reasonable approximation. For companies built on brands, intellectual property, or human capital, book value often understates the real equity cushion badly. A tech company with minimal physical assets may show a small book equity that makes the ratio look alarming, even when the market values the firm at many multiples of that number.
Some analysts swap in market capitalization for book equity, but that creates its own problem: stock prices move daily and the ratio becomes unstable. There’s no clean fix. Just recognize that book-value ratios systematically understate the equity cushion at asset-light companies.
Operating Leases After ASC 842
Since ASC 842 took effect, operating lease liabilities appear on the balance sheet rather than in footnotes. The standards classify them as operating liabilities rather than debt, so strictly speaking they don’t belong in the long-term debt numerator. Some lenders and analysts include them anyway, and practice varies. If you’re comparing two companies where one leases most of its facilities and the other owns them, the ratios may not line up directly without adjusting for lease obligations. Why Lenders Care: Covenants With Teeth
Banks and institutional lenders lean on this ratio when they decide whether to extend credit and at what price. A low ratio means less risk, which translates into lower interest rates and larger credit limits. A company at the edge of acceptable leverage faces tighter terms, higher rates, or both.
Loan agreements frequently include covenants requiring the borrower to keep its debt-to-equity ratio below a specified ceiling, often between 1.0 and 2.0 depending on industry. These get tested at each reporting date, and a breach has real consequences even without a missed payment. When a covenant is violated, the lender gains the right to accelerate the debt and demand full repayment. Even if the lender holds off, accounting rules require the company to reclassify the affected debt from long-term to current liability. That reclassification alone can trip other covenants and signals distress to anyone reading the financials.
A waiver from the lender before statements are issued can sometimes prevent reclassification, but the waiver itself usually costs something in the form of renegotiated terms, higher rates, or additional collateral. This is what turns the ratio from an academic figure into a number with contractual force.
Where to Find the Inputs
For any publicly traded U.S. company, the data lives in the annual 10-K filed with the Securities and Exchange Commission. The consolidated balance sheet shows long-term debt in the liabilities section (typically labeled “long-term debt” or “long-term borrowings”) and total shareholder equity at the bottom. Don’t stop at the face of the balance sheet. The notes to the financial statements, especially the debt note, break each borrowing down by type, maturity, and interest rate. This is where you learn whether debt matures gradually or lands as a single large payment, which changes the risk profile even when the ratio itself doesn’t move. The statement of stockholders’ equity does similar work on the other side, showing how retained earnings, buybacks, and new share issuances have shifted the equity figure over time.
