VA disability pay is not taxed. Compensation you receive from the Department of Veterans Affairs for a service-connected disability is excluded from federal gross income under 26 U.S.C. 104(a)(4), and 38 U.S.C. 5301 exempts VA benefit payments from taxation more broadly.1Office of the Law Revision Counsel. 26 USC 104 – Compensation for Injuries or Sickness2Office of the Law Revision Counsel. 38 USC 5301 – Nonassignability and Exempt Status of Benefits No state that levies an income tax reaches it either, because states start their calculations from federal income and the money is gone before the state ever sees it. That is the simple answer. The complications start when VA disability sits next to military retirement pay, Social Security, or a retroactive rating decision.
What Tax-Free Actually Looks Like on Your Return
You will not receive a Form 1099 or W-2 for VA disability compensation, and you should not report it anywhere on your federal return.3VA News. Tax Season Guidance for Veterans IRS Publication 525 confirms that disability compensation and pension payments paid to veterans or their families are not included in income.4Internal Revenue Service. Publication 525 (2025), Taxable and Nontaxable Income The rating does not matter. Whether you are at 10% or 100%, the compensation is treated the same way for tax purposes.
If VA disability is your only source of income, you likely do not need to file a federal return at all.5Internal Revenue Service. Veterans Tax Information and Services Filing can still make sense if you qualify for a refundable credit, but there is no legal requirement to report money the statute has already exempted.
Military Retirement Pay Changes the Math
This is where veterans lose money by not paying attention. Military retirement pay is fully taxable. VA disability compensation is fully tax-free. When you qualify for both, how the two are structured determines what ends up on your 1099-R.
Historically, a retiree had to waive one dollar of taxable retirement pay for every dollar of tax-free VA disability. Congress created two programs that let some retirees receive both:
- Concurrent Retirement and Disability Pay (CRDP) restores the retired pay that would otherwise be offset for retirees with a VA rating of 50% or higher. - Combat-Related Special Compensation (CRSC) covers disabilities tied to combat, hazardous duty, or similar qualifying events. CRSC is not taxable.7Defense Finance and Accounting Service. CRDP-CRSC-FAQs
You cannot collect CRDP and CRSC at the same time for the same disability. DFAS enrolls eligible retirees in whichever option pays more gross, but gross is not the same as net. A CRSC payment of $2,000 that arrives tax-free can beat a $2,200 CRDP payment once federal and state taxes come out. If you qualify for both, run the numbers before accepting the default.
Other VA Benefits That Are Also Tax-Free
The exemption in 38 U.S.C. 5301 reaches well past monthly disability checks. The IRS lists several categories of VA payments that should not appear on your return.5Internal Revenue Service. Veterans Tax Information and Services
GI Bill payments (tuition, fees, books, housing allowance, work-study) are all tax-free.8U.S. Department of Veterans Affairs. Tax Season Guidance for Veterans One thing to watch: if you claim an education tax credit like the American Opportunity Credit, you have to subtract VA education payments from the tuition expenses you use to compute the credit. Tax-free money cannot also generate a credit for the same tuition.
Payments from Servicemembers’ Group Life Insurance and Veterans’ Group Life Insurance are exempt, including accelerated benefits for terminally ill policyholders.9Department of Veterans Affairs. Servicemembers’ and Veterans’ Group Life Insurance Handbook Dependency and Indemnity Compensation paid to survivors of veterans who died from a service-connected condition is tax-free.10U.S. Department of Veterans Affairs. About VA DIC for Spouses, Dependents, and Parents Specially adapted housing grants and grants for modified vehicles are not income. The VA home loan guaranty is not income either. It is a guarantee to the lender, not a payment to you.
State Income Taxes
No state taxes VA disability compensation. Every state with an income tax builds its calculation on top of federal adjusted gross income or federal taxable income, and VA disability compensation was never in either figure to begin with. States without an income tax, such as Texas, Florida, and Nevada, make the question moot.
Property taxes, vehicle registration, and sales taxes are separate. Many states offer property tax reductions or full exemptions on a primary residence for veterans with service-connected disabilities, and the benefit often scales with the rating. Eligibility rules, deadlines, and amounts vary. A 100% rated veteran might pay no property tax in one state and see a modest reduction in another. Your county assessor or state department of veterans affairs can tell you what applies where you live.
Where Tax-Free VA Pay Still Touches Your Return
VA disability pay is not earned income for purposes of the Earned Income Tax Credit.11Internal Revenue Service. Disability and the Earned Income Tax Credit (EITC) If it is your only income, you will not qualify for the EITC, which requires earnings from wages or self-employment. If you also received nontaxable combat pay while on active duty, you can elect to include that combat pay as earned income for the EITC, which can raise the credit or make you eligible.12Internal Revenue Service. Social Security benefits become partially taxable when combined income exceeds $25,000 for single filers or $32,000 for married filing jointly.13Internal Revenue Service. Publication 907 (2025), Tax Highlights for Persons With Disabilities VA disability compensation does not count toward those thresholds because it is not in gross income. A veteran living mostly on VA disability and Social Security often keeps the Social Security tax-free too, because the VA pay never pushes combined income across the line.
Retroactive Ratings and Amended Returns
When the VA grants a rating retroactively, it usually means you paid federal tax on military retirement pay that should have been offset by tax-free disability compensation. That is recoverable, and the IRS provides an extended window to claim it.
The normal rule is three years from filing (or two years from paying, whichever is later) to claim a refund using Form 1040-X.14Internal Revenue Service. The extended period cannot reach back to any tax year that began more than five years before the date of the determination.15Internal Revenue Service. In practice: a determination issued in June 2026 lets you amend returns going back to tax year 2021, even for years where the normal three-year window has already closed. Each amended return recalculates taxable income by removing the retirement pay that should have been offset. Refunds across multiple years can add up to thousands of dollars.
