An inverse IWM ETF is an exchange-traded fund that uses swaps and futures to deliver the opposite of the Russell 2000 index’s daily return, resetting that exposure at every market close. Four of these products trade in the U.S., at leverage ratios from -1x to -3x, and all of them are built for trading across hours or days, not weeks. The daily reset creates a compounding effect that steadily erodes value when the index chops around, so holding one longer than a session or two is where most retail losses come from.
The Four Inverse Russell 2000 ETFs You Can Buy
Three come from ProShares and one from Direxion. Each targets a different multiple of the Russell 2000’s daily return in the opposite direction:

None of these funds actually shorts 2,000 small-cap stocks. They build the inverse exposure synthetically through total return swaps and index futures, which is cheaper and more scalable than borrowing thousands of individual names.
How the Daily Reset Works and Why Holding Longer Hurts You
The stated objective of every fund in the list applies to one trading day. At the close, the manager rebalances derivative positions so the fund starts the next session with fresh exposure calibrated to hit its target multiple. Tomorrow’s return is measured off tomorrow’s opening base, not last week’s.
That reset is the source of what traders call volatility decay or path dependency. Consider a Russell 2000 that starts at 100, jumps 10% to 110, then falls 9.1% back to 100. Flat over two days. A -1x inverse fund starting at 100 would fall 10% to 90 on Day 1, then gain 9.1% on Day 2 — but from its new base of 90, ending near 98.18. The index went nowhere; the fund lost about 1.82%. No mistake was made. Compounding daily returns across a choppy path guarantees this drift.
Research on leveraged and inverse ETFs has put numbers on the damage. At -1x leverage and 20% annualized volatility, roughly normal for small caps, decay exceeds 2% after about 126 trading days. At -2x with the same volatility, that threshold hits in about 42 trading days. At -3x with 30% volatility, which shows up during market stress, the window shrinks to roughly 9 trading days. In the 2008–2009 crisis, the windows were tighter still.
The practical trap: a trader watches the Russell 2000 slide 15% over three months, expects a -3x fund to be up around 45%, and finds it flat or down. That is the compounding math working as designed, not a broken fund.
Fees and Frictions That Chip Away Every Day
Expense ratios on these products run about 0.95% to 1.00%, several times the 0.10% to 0.20% you’d pay for a plain Russell 2000 index ETF. The extra cost reflects daily rebalancing, swap arrangements, and the operational lift of running a derivatives-based fund. Some funds carry gross expense ratios above 1.00% with contractual fee waivers holding the effective rate down; ProShares waives fees on RWM and TWM through September 30, 2026, and those waivers can expire.2ProShares. Beyond the headline fee, the fund pays transaction costs each time it rolls futures contracts near expiration, and swap agreements carry embedded costs of their own. Rebalancing has to happen under live market conditions too, so during thin liquidity or fast moves the fund can miss its target even for a single day. That gap between actual and target daily return is tracking error in the narrow sense, and it compounds alongside volatility decay.
Counterparty risk sits behind the swap contracts. Fund performance depends on the banks on the other side of those agreements honoring their obligations. In normal markets that is a remote concern. In 2008 it wasn’t.
How the IRS Taxes Your Gains
Tax treatment depends on how the fund is legally structured, and the assumption most traders make can be wrong. The major inverse Russell 2000 products from ProShares and Direxion are structured as regulated investment companies (RICs). Buys and sells of RIC-structured shares appear on a standard Form 1099-B and follow the normal capital gains rules: held one year or less, gains are short-term and taxed at your ordinary income rate; held longer than a year, gains qualify for long-term rates.3Internal Revenue Service. For 2026, the long-term rates are 0% for single filers with taxable income up to $49,450 (or $98,900 for married filing jointly), 15% up to $545,500 ($613,700 jointly), and 20% above those thresholds. Because these funds are meant for short holding periods, most gains a trader realizes will be short-term at ordinary rates.
Section 1256 Contracts and the 60/40 Rule
Some inverse ETFs — usually those structured as limited partnerships or commodity pools rather than RICs — hold futures contracts that qualify as Section 1256 contracts. Partnership-structured funds pass their tax items through on a Schedule K-1 instead of a 1099-B. K-1s often arrive late, sometimes after the mid-April filing deadline, which can force an extension. Year-End Mark-to-Market
If you hold a position in a fund with Section 1256 contracts on December 31, the tax code treats those contracts as sold at fair market value on the last business day of the year. FINRA treats inverse ETFs as complex products.
