If you financed a car, you may be able to claim a federal tax deduction for it, and the rules changed meaningfully in 2025. Under the One, Big, Beautiful Bill Act, you can deduct up to $10,000 per year of interest paid on a loan for a new, American-assembled personal vehicle, and you don’t have to itemize to take it.1Internal Revenue Service. One, Big, Beautiful Bill Act: Tax Deductions for Working Americans and Seniors If you itemize, you can also deduct the sales tax you paid on the purchase and any annual value-based property tax your state charges on the vehicle. And if you use the car for self-employment or business, a percentage of nearly every cost of ownership, including loan interest, becomes deductible on Schedule C. Each path has its own rules, and qualifying for one doesn’t mean you qualify for the others.
The New Deduction for Car Loan Interest
For tax years 2025 through 2028, interest on a “qualified passenger vehicle loan” is deductible on Schedule 1-A (Form 1040), up to $10,000 per year regardless of filing status.2Federal Register. Which Cars and Loans Actually Qualify
The IRS put specific fences around the vehicle, the loan, and how you use the car. Miss any one and the deduction is off the table.
The vehicle must meet all of these tests:1Internal Revenue Service. One, Big, Beautiful Bill Act: Tax Deductions for Working Americans and Seniors
- New, not used. The original use of the vehicle has to start with you. Certified pre-owned doesn’t count.
- Final assembly in the United States. The IRS uses the VIN to verify this.
- Gross vehicle weight rating under 14,000 pounds. That covers essentially all consumer cars, SUVs, pickups, minivans, and motorcycles.
- Purchased for personal use. You must expect to use it more than 50% of the time for personal purposes when you take out the loan.2Federal Register. Car Loan Interest Deduction
The loan has to be originated after December 31, 2024, and secured by a first lien on the vehicle. Loans between related parties are excluded. Interest on financed extras like collision insurance or a towed trailer isn’t deductible, though interest on a financed extended warranty and financed sales tax is.2Federal Register. One filing detail matters: you have to report the vehicle’s VIN on Schedule 1-A. Leave it off and the IRS will disallow the deduction.4Internal Revenue Service. 2025 Schedule 1-A (Form 1040)
Income Limits That Shrink or Eliminate the Deduction
The $10,000 cap phases out above certain income levels. If your modified adjusted gross income (MAGI) is over $100,000 single or $200,000 joint, the cap drops by $200 for every $1,000 (or fraction of $1,000) over the threshold.2Federal Register. Car Loan Interest Deduction The deduction disappears entirely at $150,000 single and $250,000 joint.
An example: a single filer with $120,000 in MAGI is $20,000 over the threshold. That’s 20 increments of $1,000, times $200, so the cap falls by $4,000. Maximum deduction: $6,000.
Sales Tax on the Purchase
State sales tax paid when you bought the car is deductible on Schedule A if you itemize, and only if you elect to deduct state and local sales taxes instead of state and local income taxes for the year. Taxpayers in no-income-tax states, and anyone who made a large purchase like a vehicle, often come out ahead choosing sales tax.5Internal Revenue Service. Topic No. 503 – Deductible Taxes
This helps only if your total itemized deductions clear the standard deduction. For 2026 that’s $16,100 single, $32,200 married filing jointly, and $24,150 head of household.6Internal Revenue Service. IRS Releases Tax Inflation Adjustments for Tax Year 2026 Everything you claim under state and local taxes shares a single SALT cap: $40,400 for most filers in 2026 ($20,200 for married filing separately), shrinking above higher-income thresholds and floored at $10,000.7Office of the Law Revision Counsel. 26 USC 164 – Taxes Your vehicle sales tax, property taxes, and state income taxes all compete for the same room.
Annual Vehicle Property Tax
Some states charge an annual personal property tax on vehicles based on the car’s value. If the tax is value-based, you can deduct it as an itemized deduction on Schedule A, subject to the same SALT cap.5Internal Revenue Service. Topic No. 503 – Deductible Taxes Flat-rate registration fees and weight-based charges don’t qualify. If your state’s bill mixes a value-based tax with a flat fee, you’ll need to separate the value-based portion to claim it.
If You Use the Car for Business
The rules shift substantially when a financed car serves a business. Self-employed workers, freelancers, and gig drivers deduct the business-use percentage of vehicle costs on Schedule C, calculated by dividing business miles by total miles for the year.8Internal Revenue Service. Two methods are available:
- Standard mileage rate. For 2026, 72.5 cents per business mile. The rate already accounts for gas, insurance, depreciation, and maintenance. If you want to use it, you must choose it in the first year the car is available for business use. For leased vehicles, you’re locked in for the whole lease.9Internal Revenue Service. - Actual expenses. You track every cost, including loan interest and depreciation, then deduct the business-use share. More paperwork, often a bigger deduction, especially with an expensive vehicle.8Internal Revenue Service. Topic No. 510, Business Use of Car
If you pick the standard mileage rate, you can’t also claim Section 179 expensing or bonus depreciation on that vehicle.8Internal Revenue Service. Topic No. 510, Business Use of Car
Splitting a car between work and personal driving? The two deductions live in different places. The business share of interest goes on Schedule C. The personal share can go on Schedule 1-A as long as the vehicle still qualifies for the new deduction, which requires more than 50% personal use.10Internal Revenue Service. Instructions for Schedule C (Form 1040) You can’t put the same dollar of interest in both places. And if business use is over 50%, the car fails the personal-use test, so you’d rely entirely on Schedule C, which is usually more valuable anyway.
Depreciation and First-Year Write-Offs for Business Vehicles
Depreciation is often the biggest piece of a business vehicle deduction. Two accelerated options can pull much of it into year one.
100% bonus depreciation is now permanently available for qualifying property acquired and placed in service after January 19, 2025.11Internal Revenue Service. Treasury, IRS Issue Guidance on the Additional First Year Depreciation Deduction Amended as Part of the One Big Beautiful Bill The scheduled phase-down no longer applies.
Section 179 expensing lets you deduct the full purchase price of qualifying business property in the year you place it in service, up to a general limit of $2,560,000 for 2026. Vehicles have their own sub-limits based on GVWR:
- Under 6,000 pounds: $12,200 Section 179 limit.
- 6,000 to 14,000 pounds: $31,300 Section 179 limit.
- Over 14,000 pounds: no vehicle-specific Section 179 cap.
Either way, business use has to exceed 50%.
Passenger automobiles are also subject to annual depreciation caps under Section 280F. For vehicles placed in service in 2026 with bonus depreciation, the first-year cap is $20,300. Without bonus depreciation, it’s $12,300. Year two is $19,800, year three is $11,900, and each year after is $7,160.12Internal Revenue Service. Rev. Proc. 2026-15 Heavy SUVs and trucks over 6,000 pounds are not subject to these passenger auto caps, which is why they’re a common business vehicle choice.
A Home Equity Loan to Buy a Car Doesn’t Change the Rules
Some buyers assume they can make interest deductible by borrowing against their home. That doesn’t work. Since 2018, home equity loan interest is deductible only if the borrowed funds are used to buy, build, or substantially improve the home securing the loan.13Internal Revenue Service. And because the new Schedule 1-A deduction requires a first lien on the vehicle itself, a home equity loan can’t meet that test either.
Federal Clean Vehicle Credits Have Expired
If you’re financing an EV or plug-in hybrid, don’t plan on the federal clean vehicle credits. Both the new clean vehicle credit and the previously-owned clean vehicle credit expired for vehicles acquired after September 30, 2025.14Internal Revenue Service. Clean Vehicle Tax Credits No federal replacement exists for 2026. Some states still run their own EV incentives, so it’s worth checking your state’s programs if you’re going electric.
