How to Pay Taxes on Etsy Sales: Forms, Estimates, and Deductions

To pay taxes on your Etsy sales, report your net profit on Schedule C of your Form 1040, pay federal income tax and 15.3% self-employment tax on that profit, and send estimated payments to the IRS each quarter. Every dollar of profit is taxable whether or not Etsy sends you a 1099-K, and the form’s absence doesn’t reduce what you owe.

What Counts as Taxable Income

You owe tax on net profit, not on the money that flowed through your Etsy account. Net profit is your total sales minus refunds and canceled orders, minus the cost of goods sold, minus your deductible business expenses.

Start with gross receipts: total sales proceeds for the year, less refunds and returns. That figure goes on the first line of Schedule C.1Internal Revenue Service. Schedule C (Form 1040) – Profit or Loss From Business (Sole Proprietorship)

If you make what you sell, the raw materials and components that go into your inventory are deducted as Cost of Goods Sold in Part III. Sellers with average annual gross receipts of $29 million or less over the prior three years can treat inventory as non-incidental materials and supplies, deducting the cost when the item sells or when the materials are paid for, whichever is later.

Everything else that keeps the shop running goes in Part II as a business expense. For most Etsy sellers that means:

  • Etsy listing fees, transaction fees, payment processing fees, and platform advertising
  • Postage, packaging materials, and shipping insurance
  • Equipment, software subscriptions, and supplies not counted in COGS
  • Business-use portion of internet service, printer ink, and labels

The 1099-K Won’t Match Your Profit

Etsy is a third-party settlement organization and reports the gross payments it processes to the IRS on Form 1099-K.2Internal Revenue Service. The number on the 1099-K will almost certainly exceed your actual business income. It reports gross payments, which include shipping charges buyers paid, sales tax Etsy collected on your behalf, and refunded orders. Reconcile that figure against your own records and report your actual gross receipts on Schedule C. The gap between the 1099-K and what you report should be fully explained by refunds, shipping reimbursements, and marketplace-collected sales tax.

Below the reporting threshold, no form arrives. You still owe tax on every dollar of profit.

Self-Employment Tax on Top of Income Tax

This is the piece that surprises new sellers. Your net profit is subject to self-employment tax in addition to regular income tax. As a sole proprietor you pay both the employer and employee shares of Social Security and Medicare, for a combined rate of 15.3%: 12.4% for Social Security and 2.9% for Medicare.4Internal Revenue Service. The Social Security portion applies only to net earnings up to the annual wage base, $184,500 for 2026.5Social Security Administration. Contribution and Benefit Base Wages from any W-2 job count toward that cap. The 2.9% Medicare portion has no ceiling. Sellers with more than $200,000 in self-employment income ($250,000 if married filing jointly) also owe an additional 0.9% Medicare surtax on the amount above that threshold.6Internal Revenue Service. You do get one offset: half of your self-employment tax is deducted when calculating your adjusted gross income, and that deduction is available whether you itemize or take the standard deduction.7Internal Revenue Service. Topic No. 554, Self-Employment Tax It reduces the income subject to income tax, not the SE tax itself.

The Forms You File

Three forms attach to your personal Form 1040 and connect in a specific sequence.

Schedule C is where the work happens. Gross receipts at the top, COGS in Part III, expenses in Part II, net profit at the bottom.8Internal Revenue Service. About Schedule C (Form 1040), Profit or Loss from Business (Sole Proprietorship) That net profit drives everything else.

Schedule SE takes your Schedule C net profit, multiplies it by 92.35% to account for the employer-equivalent portion, and applies the 15.3% rate to that adjusted figure.

Form 1040 combines your net profit with any other income you earned, adds the SE tax to your total tax bill, and lets you claim the deduction for half of your SE tax along with the qualified business income deduction if you qualify. The filing deadline for 2025 returns is April 15, 2026.9Internal Revenue Service. Quarterly Estimated Payments

Etsy doesn’t withhold taxes. If you expect to owe $1,000 or more in federal tax after subtracting withholding and credits, you’re required to send estimated payments during the year.10Internal Revenue Service. The 2026 deadlines:

  • First quarter: April 15, 2026
  • Second quarter: June 15, 2026
  • Third quarter: September 15, 2026
  • Fourth quarter: January 15, 2027

Deadlines that fall on a weekend or federal holiday move to the next business day. Each installment should cover both your income tax and your SE tax for that portion of the year.

Two safe harbors let you dodge the penalty entirely. Pay at least 90% of the tax you’ll owe for 2026, or pay at least 100% of the total tax shown on your 2025 return. If your 2025 adjusted gross income exceeded $150,000, the second option becomes 110% of last year’s tax. First-year sellers rely on the 90%-of-current-year benchmark.

You can pay electronically through IRS Direct Pay or EFTPS, or mail a check with the voucher from Form 1040-ES.

Deductions That Shrink the Bill

The Home Office Deduction

A space used exclusively and regularly for your Etsy business qualifies. The simplified method pays $5 per square foot up to 300 square feet, for a maximum of $1,500.12Internal Revenue Service. The Qualified Business Income Deduction

Section 199A lets sole proprietors deduct up to 20% of qualified business income from taxable income.14Internal Revenue Service. Qualified Business Income Deduction On $30,000 of net profit, that’s a $6,000 reduction. Below income thresholds the IRS adjusts annually, the full 20% is available without limitation, and most Etsy sellers fall well beneath those limits.15Office of the Law Revision Counsel. 26 U.S. Code 199A – Qualified Business Income The deduction reduces income tax only, not SE tax, and it’s claimed on Form 1040 rather than Schedule C.

Retirement Contributions

Self-employment income opens the door to retirement accounts with higher contribution ceilings than a standard IRA, and contributions are deductible. A SEP IRA lets you contribute up to 25% of net self-employment earnings (after deducting half of your SE tax), capped at $72,000 for 2026.16Internal Revenue Service. Sales Tax Is a Separate Question

Sales tax has nothing to do with your income tax return. Etsy is registered as a marketplace facilitator and collects and remits sales tax on your behalf in over 45 states and territories with active sales tax requirements.18Etsy. You take on sales tax obligations yourself only for sales outside the Etsy marketplace, such as your own website or craft fairs, in states where you’ve established nexus.

Records and Late-Filing Penalties

The IRS doesn’t require a specific bookkeeping system, but your records must clearly show income and expenses.19Internal Revenue Service. What Kind of Records Should I Keep Keep Etsy payment summaries and deposit records, receipts for materials and supplies, Etsy’s monthly fee statements, and if you use the regular home office method, rent or mortgage statements, utility bills, and workspace measurements. Hold everything for at least three years from the date you filed. If income was understated by more than 25%, the IRS has six years to audit, so longer retention is safer. Digital copies are fine.

Filing late costs far more than paying late. The failure-to-file penalty is 5% of unpaid tax per month, capped at 25%. Returns more than 60 days overdue carry a minimum penalty equal to the lesser of $525 or 100% of the tax owed.20Internal Revenue Service. If you can’t afford the full balance by April 15, file on time and pay what you can. That kills the larger penalty and limits the damage to the smaller one plus interest.
