How to Claim a Disability Severance Pay Tax Refund

To claim a disability severance pay tax refund, file IRS Form 1040-X for the year you received the lump sum and exclude the payment from your gross income, either because the injury was combat-related or because the VA later issued a disability rating for the same condition that caused your separation. Attach your VA Rating Decision Letter, Physical Evaluation Board findings, DD Form 214, and the original W-2 or 1099-R showing the withholding. Veterans get a special one-year filing extension after a VA determination, which is what makes these refunds possible years after separation.

Who Qualifies for the Exclusion

When the Defense Finance and Accounting Service pays disability severance, it withholds federal income tax as if the lump sum were regular pay. Federal law says otherwise: compensation for a service-connected personal injury or sickness is excludable from gross income. There are two ways to get there.

Combat-Related Injuries

If the disability came from a combat-related event, the severance is excludable from the start with no need for a VA rating. VA Disability Rating After Separation

The more common path: you were separated with severance, and later the VA awarded disability compensation for the same condition. That determination retroactively makes the severance excludable. What “matching” means matters. At least one disability on your VA award letter must line up with a condition listed in your PEB findings. If the PEB called it “chronic lower back pain” and the VA rated “lumbosacral strain,” the descriptions have to be close enough that the two documents describe the same disability. This is where claims most often stall.

A Note on Civilian Severance

Civilian disability payments rarely qualify. To be excludable, the payment must be for a permanent loss (or loss of use) of a body part or function, or for permanent disfigurement, and it must be computed based on the nature of the injury rather than the period of absence from work.4eCFR. 26 CFR 1.105-3 – Payments Unrelated to Absence From Work A lump sum labeled “severance” and calculated on years of service or weeks of salary is taxable, even if you were disabled at the time.

The Filing Deadline (And the Extension That Saves Most Veterans)

The statute of limitations is what sinks otherwise valid claims. The standard rule for an amended return: three years from the date you filed the original return, or two years from the date you paid the tax, whichever is later.5Internal Revenue Service. File an Amended Return

For veterans, federal law extends that window when VA disability compensation reduces or replaces military retired pay. The extension has a cap. It only reaches tax years that began within five years before the VA determination date.6Office of the Law Revision Counsel. 26 USC 6511 – Limitations on Credit or Refund Separated in 2015, rated in 2025? The 2015 tax year sits outside the five-year lookback and is likely out of reach.

Documents You Need

Amended returns live or die on paper. The IRS will not take your word that a payment should have been excluded.

For a claim based on a VA rating, gather:

  • Your VA Rating Decision Letter, downloadable through the VA’s online portal.7Veterans Affairs. Download VA Benefit Letters
  • Your Physical Evaluation Board findings (forms such as the DA Form 199). If you’ve lost yours, request them through your branch of service’s records office.
  • DD Form 214 showing separation type and dates.
  • The original W-2 or 1099-R for the year of the severance, showing the amount paid and taxes withheld.
  • Your original Form 1040 for that year.

For a combat-related claim, the evidence shifts toward proving how the injury occurred. Useful records include service medical records from the time of injury, After Action Reports, investigation reports, and combat decorations such as a Purple Heart citation or Combat Action Badge.2Veterans Affairs. Calculating the Refund

The refund equals the difference between the tax you paid and what you would have owed if the severance had been excluded from income.

Start with your original Form 1040 for the year of the payment. Identify the severance included in gross income. Subtract it from your Adjusted Gross Income to get a corrected AGI, then recalculate tax liability using the rates in effect for that year. The gap between what you paid and the recalculated figure is your federal refund.

Refunds are often substantial because the lump sum pushed income into a higher bracket. A veteran in the 22% bracket who received $30,000 in severance could recover roughly $6,600 in federal tax alone.

If your state also taxed the payment, file a separate state amendment. Most states follow the federal exclusion rules, but each has its own form. Do the federal amendment first, because the corrected AGI feeds into the state calculation.

Filing Form 1040-X

Electronic or Paper

What to Write in the Explanation

The explanation section is where the claim is made. State plainly that you are excluding disability severance pay from gross income under IRC Section 104(a)(4) because you received a VA disability rating for the same service-connected condition. If the claim rests on a combat-related injury, say so and name the qualifying category. A short, factual paragraph with the code section, the VA determination date, and the amount being excluded is enough. Attach copies of the VA Rating Decision Letter, PEB findings, DD Form 214, original W-2 or 1099-R, and your recalculated tax worksheet. Keep the originals.

Processing Time and Interest

The IRS pays interest on overpayments from the date the original tax was paid until the refund is issued. The rate is 7% per year, compounded daily, for the first quarter of 2026, and 6% for the second quarter.11Internal Revenue Service. VA Recoupment Doesn’t Cancel the Refund

Veterans often confuse two separate issues. When the VA awards compensation for the same condition that generated your severance, the VA withholds monthly payments until the severance amount has been recovered dollar for dollar. Recoupment is separate from the tax refund. Even while the VA is withholding your monthly compensation, you were still overtaxed on the severance and are entitled to those taxes back.

Claims for a Deceased Veteran

A surviving spouse or personal representative can file the claim if the veteran has passed away. A surviving spouse filing an amended joint return with the deceased veteran does not need Form 1310. A court-appointed personal representative filing for the estate must attach the court certificate of appointment. Other claimants must show legal authority under state law to receive the refund; a copy of the will by itself is not enough.14Internal Revenue Service.
