Corporate Overhead: Types, Allocation, and Tax Deductions

Corporate overhead is the collection of costs a business incurs to keep operating that can’t be tied to a single product, job, or customer: rent, executive pay, insurance, accounting software, office utilities, depreciation on equipment. These costs support the business as a whole, which is exactly why they can’t be assigned one-to-one to what you sell — and why classifying, allocating, and deducting them correctly takes some care. Get it wrong and you’ll misprice products, overstate profits, or run into trouble with the IRS.

What Corporate Overhead Is

The test is traceability. If you can point to a specific unit of output and say the cost exists because of that unit, it’s a direct cost. Raw materials and production-line wages pass that test. Overhead doesn’t. It benefits many products, departments, or customers at once, so any assignment to a single product has to be made by formula rather than by observation.

The line isn’t always clean. A factory’s electricity bill might be mostly overhead because it powers lighting and climate control, but partly a direct cost if specific machines draw measurable amounts per production run. How you draw that line matters, because every downstream number — product cost, gross margin, taxable income — depends on it.

Categories You’ll See on the Books

Most overhead falls into a handful of familiar buckets:

  • Facilities costs, including rent or mortgage payments on office and factory space, property taxes, and building maintenance.
  • Administrative salaries covering executives, HR, accounting, and legal.
  • Insurance premiums: general liability, property, and professional liability.
  • Depreciation on office equipment, furniture, and company vehicles.
  • Utilities and technology, from electricity and internet through enterprise software subscriptions.

Fixed, Variable, and Semi-Variable Overhead

Overhead doesn’t all behave the same way when production volume changes, and classifying costs by behavior is what makes budgeting and break-even analysis work.

Fixed overhead stays constant in total regardless of volume, at least within a reasonable range of activity. Annual building rent is the textbook example: you pay the same whether the factory runs one shift or three. Property taxes, executive salaries, and annual insurance premiums behave the same way. On a per-unit basis, fixed overhead drops as volume rises, which is why high-volume producers often enjoy lower unit costs.

Variable overhead moves with activity. Lubricants for production machinery, shipping supplies, and the electricity drawn by factory equipment all scale with output. Double the units and these costs roughly double.

Semi-variable overhead combines both patterns. A utility bill with a flat monthly service charge plus a per-kilowatt-hour rate is the classic case. So is a maintenance contract with a fixed retainer plus a per-call charge for emergencies. Separating the fixed and variable components is essential for forecasting accurately.

How Overhead Gets Allocated to Products

Because overhead can’t be traced directly, it has to be spread across products using a formula. The traditional single-rate approach pools all estimated overhead, picks one volume-based measure as the allocation base, and divides:

Overhead Rate = Total Estimated Overhead ÷ Total Estimated Allocation Base

If estimated overhead is $500,000 and estimated machine hours are 10,000, the rate is $50 per machine hour, and every product absorbs $50 of overhead for each machine hour it consumes. Direct labor hours, machine hours, and direct labor cost are the usual bases.

This method is cheap to run and easy to explain, and it satisfies the requirement under Generally Accepted Accounting Principles that manufacturing overhead be allocated to inventory — variable overhead based on actual facility usage and fixed overhead based on normal production capacity.

The weakness shows up when your product mix is diverse. A plant-wide rate assumes every product consumes overhead in proportion to the chosen base, which is often false. A low-volume specialty item that needs extensive engineering support and frequent machine setups will look cheaper than it really is. A high-volume commodity product absorbs overhead it didn’t actually cause. Pricing decisions built on that data quietly subsidize money-losing products.

When Activity-Based Costing Makes Sense

Activity-based costing addresses that distortion by recognizing that activities consume resources and products consume activities. Rather than one pool, ABC identifies distinct activities — machine setups, quality inspections, material handling, purchase order processing — and creates a separate cost pool for each.

Each pool gets its own driver. Setup costs are allocated by number of production runs. Material handling by number of moves. Inspection by inspection hours. A product that triggers 50 setups a month absorbs far more setup overhead than one needing two, which matches economic reality.

ABC isn’t free. It requires mapping activities, interviewing staff about what drives each cost, and maintaining a more complex accounting system. For companies with relatively similar products or low overhead, traditional allocation may land close enough that ABC’s added cost isn’t justified. ABC pays off where product diversity is high, overhead is a large share of total cost, and individual products place very different demands on support functions.

When Applied Overhead Doesn’t Match Actual

Because the overhead rate is built from estimates at the start of the year, actual overhead almost never matches what got applied to products. When actual overhead is higher than applied, the difference is under-applied — you didn’t charge products enough. When applied exceeds actual, you’ve over-applied.

At year-end, companies close the gap. The most common adjustment runs through cost of goods sold: under-applied overhead increases COGS and reduces reported profit, while over-applied overhead reduces COGS. For larger variances, some companies spread the adjustment proportionally across work-in-process inventory, finished goods, and COGS.

Persistent under-application usually means overhead is growing faster than the allocation base — indirect labor rose while machine hours stayed flat, say. Persistent over-application can indicate a conservative budget or higher-than-expected volume. Either way, recurring large variances signal the rate needs recalibrating or the cost pools need restructuring.

Deducting Overhead on Your Tax Return

Most routine overhead is deductible in the year paid or incurred under Section 162, which allows a deduction for “all the ordinary and necessary expenses paid or incurred during the taxable year in carrying on any trade or business.”1Office of the Law Revision Counsel. 26 USC 162 – Trade or Business Expenses Rent, utilities, office supplies, insurance premiums, and employee salaries all qualify. “Ordinary” means common and accepted in your industry; “necessary” means helpful and appropriate. A cost doesn’t have to be indispensable, but it can’t be extravagant or unrelated to the business.

The key boundary is between deductible expenses and capital expenditures. If a cost materially adds value to property, substantially extends its useful life, or adapts it to a new use, it has to be capitalized and depreciated over time rather than deducted immediately. Routine repairs and maintenance stay deductible; a major building renovation does not.

UNICAP and the Small Business Exemption

Manufacturers and certain resellers face a second layer under Section 263A, the Uniform Capitalization rules. UNICAP requires businesses to capitalize a portion of their indirect costs — including overhead like rent, utilities, and administrative expenses — into the cost of inventory or self-constructed assets rather than deducting those costs immediately.2Office of the Law Revision Counsel. 26 USC 263A – Capitalization and Inclusion in Inventory Costs of Certain Expenses The capitalized overhead sits on the balance sheet as part of inventory value and flows through cost of goods sold when the inventory is sold.

Small businesses are exempt. Taxpayers meeting the Section 448(c) gross receipts test, with average annual gross receipts of $31 million or less for the three prior tax years (as of 2025, adjusted annually for inflation), are outside UNICAP entirely and can expense overhead in the year incurred.3Internal Revenue Service. Revenue Procedure 2024-40 For businesses above the threshold, a botched UNICAP calculation can produce significant tax adjustments on audit.

Extra Rules for Government Contractors

If you sell to the federal government, a separate overhead framework applies on top of the tax rules. FAR 31.203 dictates how contractors accumulate and allocate indirect costs on government contracts.4Acquisition.GOV. 31.203 Indirect Costs Indirect costs must sit in logical groupings with allocation bases that reflect the benefits each cost objective receives. A cost can’t be charged directly to one contract and also included in an overhead pool allocated to all contracts. Once an allocation base is set, you can’t strip elements out of it — every item that properly belongs in the base, including costs the government won’t reimburse, has to bear its share.

FAR Part 31 also lists costs that must be kept out of government contract overhead pools entirely: entertainment, alcoholic beverages, charitable donations, lobbying, country club memberships, fines and penalties, and promotional items.5Acquisition.GOV. And when a contractor’s business changes significantly — new product lines, a shift in subcontracting volume, major capital improvements — the allocation methodology has to be revisited to make sure it still distributes costs equitably.4Acquisition.GOV. 31.203 Indirect Costs A methodology adopted a decade ago won’t hold up if the business looks fundamentally different today.
