Yes, a LIFO reserve can be negative, though it rarely is. The reserve goes negative when a company’s inventory measured under LIFO is worth more than the same inventory would be under FIFO, which reverses the relationship most balance sheets show. What “Negative” Means in the Formula

The LIFO reserve is defined as FIFO inventory value minus LIFO inventory value. In an inflationary environment, FIFO keeps the newest and priciest goods on the balance sheet while LIFO keeps the oldest and cheapest, so the subtraction yields a positive number. A negative reserve means the arithmetic has flipped: LIFO inventory now sits above FIFO inventory on the balance sheet.

A quick illustration. A company reports $10 million in LIFO inventory and discloses a LIFO reserve of negative $1 million. FIFO inventory is $9 million. The LIFO balance sheet is carrying inventory at a higher value than FIFO would show for the same goods.

Sustained Deflation Is the Main Cause

Deflation reverses every assumption behind a positive reserve. When input costs fall period after period, the two cost-flow methods swap their usual roles.

Under FIFO, the oldest units are sold first. If those units were bought when prices were higher, FIFO pushes higher costs into cost of goods sold and leaves the newer, cheaper purchases sitting on the balance sheet. Under LIFO, the newest units are sold first. Those newest units carry today’s lower prices, so LIFO pushes lower costs through COGS and leaves the older, higher-cost layers on the balance sheet.

Put those two together and LIFO inventory (old and expensive) exceeds FIFO inventory (new and cheap). The reserve turns negative. Industries where production costs have trended down over long stretches, including parts of electronics and semiconductors, are the most likely places to see this dynamic surface.

LIFO Layer Liquidation as an Accelerant

LIFO layer liquidation happens when a company sells more inventory than it buys and dips into its oldest LIFO layers. Those layers carry the lowest historical costs, so matching them against current revenue depresses COGS and inflates gross profit. Supply chain disruption or a deliberate stock rundown can bring it about.

Liquidation on its own does not usually push the reserve below zero in a rising-price environment. It shrinks a positive reserve by burning through old cheap layers, but the remaining LIFO and FIFO values tend to converge. The trouble comes when liquidation lands on top of falling prices. If a company liquidates down to LIFO layers that were built when costs were higher, and replacement costs have since fallen, the leftover LIFO inventory (high-cost old layers) can outstrip FIFO inventory (low-cost recent buys). That combination is what tips the reserve into negative territory.

The income spike from a LIFO liquidation is treated as non-recurring by most analysts. It reflects a one-time release of cost from old inventory, not an operating improvement, and any forecast built on liquidation-inflated income without adjustment will overstate sustainable profitability.

How a Negative Reserve Changes Your FIFO Conversion

A negative reserve inverts the standard analytical adjustments. The usual rule is to add the LIFO reserve to LIFO inventory to approximate FIFO inventory. When the reserve is negative, you subtract it. In the earlier example, $10 million of LIFO inventory plus a negative $1 million reserve gives $9 million of FIFO-equivalent inventory.

The cost of goods sold adjustment flips in the same way. With a growing positive reserve, analysts add the annual increase to LIFO COGS to derive FIFO COGS. With a shrinking or negative reserve, the adjustment runs the other direction, and FIFO COGS comes out higher than LIFO COGS. Reported LIFO profitability, in other words, is actually below what FIFO would show, which is the opposite of the standard relationship. An analyst who applies the conventional adjustment without checking the sign will overstate the company’s FIFO-equivalent earnings.

The Deferred Tax Side of a Negative Reserve

A positive LIFO reserve normally corresponds to a deferred tax liability, because the company has been reporting lower taxable income under LIFO than it would under FIFO. When the reserve turns negative, that liability unwinds. If the reserve stays negative, the company may carry a deferred tax asset tied to its inventory method, representing a future tax benefit from LIFO having produced higher taxable income than FIFO would have.

Reading the Filings to Tell the Causes Apart

When a negative LIFO reserve turns up in a 10-K, two questions decide how to read it. Has the company’s industry been running through sustained input-cost deflation? And has the company drawn inventory down into old layers? The implications differ sharply. Deflation points to a structural shift in the cost environment and possible long-run pressure on pricing power. Liquidation points to a temporary operational event.

The footnotes usually make the difference visible. They will show the LIFO reserve balance, the year-over-year change, and any liquidation effect. A shrinking or negative reserve with no liquidation disclosure typically means deflation is doing the work. A material liquidation will be called out under the SEC’s Topic 11-F requirement, and the Management Discussion and Analysis section will normally explain the circumstances. That distinction is what matters for any forecast built on the numbers.
