Yes, referral bonuses are taxable. The IRS treats them as compensation for services rather than as gifts, so federal income tax applies whether you receive cash, a gift card, merchandise, or airline miles. What changes from one situation to the next is how the money is withheld and reported: an employee referral bonus runs through payroll, while a bonus paid by a company you don’t work for lands in your hands untaxed and becomes your problem at filing time.
If Your Employer Paid the Bonus
When your employer pays you for referring a new hire, the IRS classifies the payment as supplemental wages, which puts it in the same category as overtime and commissions. Payroll taxes come out just like they do on a regular paycheck.1Internal Revenue Service. Publication 525 – Taxable and Nontaxable Income
Social Security tax is withheld at 6.2% on earnings up to $184,500 in 2026, and Medicare tax is withheld at 1.45% with no cap, for a combined employee rate of 7.65%.2Internal Revenue Service. Topic No. 751 Social Security and Medicare Withholding Rates If your wages for the year have already passed the Social Security cap, that piece drops off, but Medicare keeps going.3Social Security Administration. Contribution and Benefit Base
For federal income tax withholding, employers pick one of two methods. The percentage method applies a flat 22% to supplemental wages under $1 million. The aggregate method lumps the bonus in with your regular paycheck for that period and withholds based on your W-4.4Internal Revenue Service. Publication 15, Employer’s Tax Guide
The full bonus shows up in Box 1 of your W-2, with the tax withheld in Boxes 2, 4, and 6. That flat 22% often overwithholds if your actual bracket is 10% or 12%. You don’t lose the difference. It comes back as a larger refund or a smaller balance due when you file.
If a Company You Don’t Work For Paid the Bonus
Refer-a-friend programs from banks, apps, brokerages, and service providers work differently. The company sends you the full amount with nothing withheld, and the tax bill is yours to handle.
The 1099-NEC Threshold Changed for 2026
For payments made after December 31, 2025, the reporting threshold for non-employee compensation rose from $600 to $2,000. A company that pays you $2,000 or more in referral bonuses in a calendar year must send you Form 1099-NEC and file a copy with the IRS.5Internal Revenue Service. About Form 1099-NEC and Independent Contractors Below that amount, no form is required.
The form is a reporting rule, not a tax rule. A $500 referral bonus is just as taxable as a $5,000 one. If nothing arrives in the mail, you still owe tax on what you received.
Schedule 1 or Schedule C
Where the income goes on your return depends on how you earned it. A one-time bonus for referring a friend to your bank is other income, reported on Schedule 1.6Internal Revenue Service. Instructions for Form 1099-NEC Regular income tax applies, but self-employment tax does not.
If you’re regularly referring people for pay and treating it like a side business, the IRS considers that a trade or business. That income goes on Schedule C.7Internal Revenue Service. Instructions for Schedule C (Form 1040) On top of income tax, you owe self-employment tax at 15.3%, which covers Social Security (12.4%) and Medicare (2.9%). That rate applies to 92.35% of your net self-employment earnings, and you can deduct half of the SE tax when calculating adjusted gross income.8Internal Revenue Service. Topic No. 554, Self-Employment Tax
Estimated Tax Payments
Because nothing was withheld, a large referral bonus can create a nasty surprise at filing time. If you expect to owe $1,000 or more in tax for the year after withholding and refundable credits, you’re generally required to make quarterly estimated payments using Form 1040-ES.9Internal Revenue Service. Estimated Taxes Skipping them can trigger underpayment penalties on top of the tax itself.
Gift Cards, Miles, and Other Non-Cash Rewards
Getting paid in something other than cash doesn’t change the answer. The fair market value of whatever you receive counts as taxable income.1Internal Revenue Service. Publication 525 – Taxable and Nontaxable Income
For a gift card, fair market value is the face value. A $200 gift card adds $200 to your taxable income. The IRS treats gift cards as cash equivalents, which means they never qualify for the de minimis fringe benefit exclusion no matter how small the denomination.10Internal Revenue Service. Cash or Non-Cash Fringe Benefits That exclusion is meant for genuinely trivial items like a company-branded pen or a cup of coffee.11Internal Revenue Service. De Minimis Fringe Benefits
For merchandise or travel vouchers, the taxable amount is what a buyer would actually pay for the item on the open market. That’s often lower than the “retail value” advertised on a promotional page.
Airline miles and loyalty points deserve a specific note. Under Announcement 2002-18, the IRS declined to tax frequent flyer miles earned through business or official travel.12Internal Revenue Service. Announcement 2002-18 That safe harbor explicitly does not cover miles awarded for referrals, opening a bank account, or similar promotional activity. Those are taxable at fair market value. If the issuer puts a dollar value on your 1099, that’s the number to use. If no form is issued, you’re still responsible for reporting a reasonable estimate.
What Happens If You Don’t Report It
Skipping referral income on your return can stack up several penalties at once:
- Failure to file: 5% of unpaid tax per month the return is late, capped at 25%.13Internal Revenue Service. Failure to File Penalty
- Failure to pay: 0.5% of unpaid tax per month, also capped at 25%. If you filed on time and set up an installment agreement, that drops to 0.25% per month.14Internal Revenue Service. Topic No. 653, IRS Notices and Bills, Penalties and Interest Charges
- Accuracy-related penalty: an additional 20% of the underpayment if the IRS finds you substantially understated your income.15Office of the Law Revision Counsel. 26 U.S. Code 6662 – Imposition of Accuracy-Related Penalty on Underpayments
The IRS matches information returns against what you file. A missing 1099-NEC is one of the more common triggers for an automated notice, so reporting the income even when no form arrived is the safer path.
State Tax
Federal is only half the story. Most states with an income tax also tax referral bonuses, whether they arrived as W-2 wages or non-employee compensation. Rates vary, and a handful of states impose no individual income tax at all. If you live somewhere that does, expect the bonus to show up in your state taxable income too.
