Accretion Accounting: Effective Interest Method, AROs, and Tax Treatment

Accretion accounting is the method used to gradually raise the book value of an asset or liability that was first recorded below its final settlement or maturity amount. The gap between the discounted starting value and the eventual face value is embedded interest, and accretion spreads that interest across the instrument’s life instead of dropping it into one period. You see it most often on zero-coupon bonds and other original issue discount instruments, and on the liability side with asset retirement obligations.

How the Effective Interest Method Works

The mechanics are simple once you see them. Multiply the current carrying value by a fixed effective interest rate. The product is the interest recognized for that period. Add it to the carrying value. Repeat next period against the new, higher balance.

The effective interest rate is the discount rate that makes the present value of the instrument’s future cash flows equal its initial price. Once set, it does not move. Because the balance climbs each period while the rate stays flat, the dollar amount of recognized interest climbs too. The result is an accelerating curve, not a straight line.

Under U.S. GAAP, the SEC requires public companies to prepare financial statements in accordance with generally accepted accounting principles, which mandate the interest method for amortizing discounts and premiums on debt instruments.1eCFR. 17 CFR Part 210 – Form and Content of and Requirements for Financial Statements IFRS 9 imposes a parallel requirement for financial assets carried at amortized cost. GAAP does allow a straight-line shortcut when results are not materially different, but examiners expect the effective interest method as the default.

Calculating Accretion: A Worked Example

Take a zero-coupon bond with a $1,000 face value, a two-year term, and a 5% effective annual rate. With no coupon payments, the purchase price is the present value of $1,000 discounted back two years: $1,000 ÷ 1.05², or $907.03.

Year 1: $907.03 × 5% = $45.35 of interest. No cash changes hands, so the full $45.35 is accretion. New carrying value: $952.38.

Year 2: $952.38 × 5% = $47.62. Add it to the carrying value and you land at exactly $1,000, right on schedule. Year 2 interest exceeds Year 1 interest even though the rate never changed. That is the compounding effect of applying a constant rate to a rising balance.

Accretion on Discounted Bonds

Fixed-income investing is where most people meet accretion. When you buy a bond below face value, the discounted price embeds future interest. Original issue discount bonds, including zero-coupon instruments, are the textbook case: the issuer sells below par, and the investor’s return comes entirely or partly from the discount growing toward face value.

On the income statement, each period’s accretion is recognized as interest revenue. On the balance sheet, the same amount increases the carrying value of the bond investment. The journal entry is straightforward. Using the example above, Year 1 would debit the bond investment for $45.35 and credit interest revenue for $45.35.

Coupon-bearing bonds bought at a discount work the same way with one adjustment. The effective interest method still calculates total interest by multiplying the carrying value by the effective rate. Compare that figure to the actual cash coupon received. The excess of calculated interest over the cash coupon is the accretion amount that raises the carrying value. The bond still converges to face value at maturity, but the per-period accretion is smaller because part of your return arrives as cash along the way.

Asset Retirement Obligations

Accretion also runs on the liability side of the balance sheet through asset retirement obligations. An ARO is a legal obligation to restore or dismantle a long-lived asset at the end of its useful life: decommissioning a power plant, plugging an oil well, removing leasehold improvements. Under ASC 410-20, the company records the ARO at the present value of the estimated future cleanup costs, discounted at a credit-adjusted risk-free rate.

Each period, the company applies that same rate to the ARO’s carrying balance, and the result is accretion expense. This expense is classified as an operating cost, not interest expense, even though the mechanics look identical to interest accrual. The journal entry debits accretion expense and credits the ARO liability, pushing the liability higher. Over the asset’s life, the ARO climbs from its initial present value to the full expected settlement cost.

When the ARO is first recorded, an equal amount called the asset retirement cost is capitalized as part of the related long-lived asset. That capitalized cost is depreciated over the asset’s useful life. So two parallel charges flow through the income statement: depreciation on the asset retirement cost, and accretion expense on the ARO liability. If estimated settlement costs later change, upward revisions are discounted at the current credit-adjusted risk-free rate, while downward revisions use the rate from the original measurement.

Book vs. Tax Treatment of ARO Accretion

Accretion expense hits the income statement every period but does not produce a current tax deduction. Under the economic performance rules of the Internal Revenue Code, a liability involving future services or property is not considered incurred for tax purposes until the taxpayer actually performs those services or provides that property.2Office of the Law Revision Counsel. 26 US Code 461 – General Rule for Taxable Year of Deduction Dismantling a rig or remediating a site has not happened yet while the ARO is accreting, so the deduction waits until the money is spent. The timing gap creates a deferred tax asset that unwinds when the retirement work is finally performed. It is one of the more common book-tax differences in capital-intensive industries like oil and gas, mining, and power generation.

Tax Treatment of Bond Accretion

The tax side of bond accretion catches many investors off guard. Holders of original issue discount instruments must include a portion of the OID in gross income each year, even though they receive no cash until maturity.3Office of the Law Revision Counsel. 26 USC 1272 – Current Inclusion in Income of Original Issue Discount This is what practitioners call phantom income: you owe tax on interest you have not received. For a zero-coupon bond held in a taxable account, the annual tax bill arrives with no cash flow to cover it.

Issuers, brokers, and other middlemen who hold OID obligations report the accrued discount to both the IRS and the bondholder on Form 1099-OID. The original issuer files for bonds it issued directly; a broker or nominee files for bonds it holds on behalf of the actual owner.4Internal Revenue Service. The De Minimis OID Rule

Not every bond bought at a slight discount triggers annual OID inclusion. If the total original issue discount is less than one-quarter of one percent of the face value multiplied by the number of complete years to maturity, the discount is treated as zero for tax purposes.5Office of the Law Revision Counsel. 26 US Code 1273 – Determination of Amount of Original Issue Discount A 10-year, $1,000 face value bond would need more than $25 of OID (0.25% × $1,000 × 10) before the annual inclusion rules apply. Below that threshold, the discount is reported as capital gain when the bond is sold or redeemed.

Market Discount vs. Original Issue Discount

Market discount is a different animal. OID exists when a bond is originally issued below face value. Market discount arises when you buy an already-issued bond on the secondary market for less than its current adjusted issue price, and the bond was not acquired at original issue. Short-term obligations maturing within a year, U.S. savings bonds, and certain installment obligations are excluded from the market discount rules.6Office of the Law Revision Counsel. 26 US Code 1278 – Definitions and Special Rules

The default treatment for market discount is deferred recognition. You do not include the accruing discount in income each year. When you sell, redeem, or otherwise dispose of the bond, any gain is recharacterized as ordinary income to the extent of the accrued market discount.7Office of the Law Revision Counsel. 26 US Code 1276 – Disposition Gain Representing Accrued Market Discount Treated as Ordinary Income That is the critical break from OID, where annual inclusion is mandatory.

You can elect to include market discount in income currently as it accrues, mimicking OID treatment. Once made, the election applies to all market discount bonds acquired in that tax year and going forward, and it cannot be revoked without IRS consent.6Office of the Law Revision Counsel. 26 US Code 1278 – Definitions and Special Rules You also choose the accrual method: the default is a ratable straight-line calculation, but you can elect a constant interest rate approach that mirrors OID accrual.7Office of the Law Revision Counsel. 26 US Code 1276 – Disposition Gain Representing Accrued Market Discount Treated as Ordinary Income

Tax-Exempt Bond Accretion

Tax-exempt municipal bonds with OID follow their own rules. The OID accrues in the same manner as taxable OID for purposes of calculating the holder’s adjusted basis, but the accrued amount is not included in taxable income.8Office of the Law Revision Counsel. 26 USC 1288 – Treatment of Original Issue Discount on Tax-Exempt Obligations You still accrete the discount to track your cost basis, which matters if you sell before maturity, but you owe no annual tax on the phantom income. That basis adjustment reduces or eliminates any capital gain on an early sale.

Accretion vs. Amortization

Accretion and amortization are mirror images. Both use the effective interest method, and both reconcile a carrying value to a maturity amount over time. The direction differs: accretion moves the carrying value up from a discount; amortization moves it down from a premium.

A premium arises when you pay more than face value, usually because the bond’s coupon rate exceeds the prevailing market rate. Each period, the effective interest method produces a total interest figure smaller than the cash coupon received, and the difference reduces the carrying value. By maturity, the premium is fully amortized and the bond sits at face value on your books.

The income statement impact runs the opposite way as well. Accretion increases recognized interest revenue (or expense, for a liability). Amortization decreases it. An investor who buys at a discount reports more interest revenue than cash received; an investor who buys at a premium reports less. Both end up at the same place, with the bond at face value on the maturity date, but the paths tilt in opposite directions depending on whether the starting price was below or above par.
